Item 1.                       Business .
 
Air T, Inc. (the “Company”) was incorporated under the laws of the State of Delaware in 1980 and operates wholly owned subsidiaries in three industry segments.  The overnight air cargo segment, comprised of its Mountain Air Cargo, Inc. (“MAC”) and CSA Air, Inc. (“CSA”) subsidiaries, operates in the air express delivery services industry.  The ground equipment sales segment, comprised of its Global Ground Support, LLC (“GGS”) subsidiary, manufactures and provides mobile deicers and other specialized equipment products to passenger and cargo airlines, airports, the military and industrial customers.  The ground support services segment, comprised of its Global Aviation Services, LLC (“GAS”) subsidiary, provides ground support equipment maintenance and facilities maintenance services to domestic airlines and aviation service providers.  In March 2014, the Company formed Space Age Insurance Company (“SAIC”), a captive insurance company licensed in Utah.  SAIC insures risks of the Company and its subsidiaries that were not previously insured by the various Company insurance programs; and underwrites third-party risk through certain reinsurance arrangements.  The activities of SAIC are included within the corporate results in the accompanying financial statements.
 
For the fiscal year ended March 31, 2014, the Company’s overnight air cargo segment accounted for 52% of the Company’s consolidated revenues, the ground equipment sales segment accounted for 31% of consolidated revenues and the ground support services segment accounted for 17% of consolidated revenues.  The Company’s overnight air cargo services are provided primarily to one customer, FedEx Corporation (“FedEx”).  Certain financial data with respect to the Company’s three segments are set forth in Note 16 of Notes to Consolidated Financial Statements included under Part II, Item 8 of this report.
 
The principal place of business of the Company and MAC is 3524 Airport Road, Maiden, North Carolina; the principal place of business of CSA is Iron Mountain, Michigan, the principal place of business for GGS is Olathe, Kansas and the principal place of business for GAS is Eagan, Minnesota.  The Company maintains an Internet website at http://www.airt.net and posts links to its SEC filings on its website.
 
Overnight Air Cargo Services.
 
MAC and CSA provide small package overnight airfreight delivery services on a contract basis throughout the eastern half of the United States and the Caribbean.  MAC and CSA’s revenues are derived principally pursuant to “dry-lease” service contracts with FedEx.  Under the dry-lease service contracts, FedEx leases its aircraft to MAC and CSA for a nominal amount and pays a monthly administrative fee to MAC and CSA to operate the aircraft.  Under these contracts, all direct costs related to the operation of the aircraft (including fuel, outside maintenance, landing fees and pilot costs) are passed through to FedEx without markup.
 
As of March 31, 2014, MAC and CSA had an aggregate of 80 aircraft under agreement with FedEx.  Separate agreements cover the three types of aircraft operated by MAC and CSA for FedEx -- Cessna Caravan, ATR-42 and ATR-72.  Pursuant to such agreements, FedEx determines the schedule of routes to be flown by MAC and CSA.  For the fiscal year ended March 31, 2014, MAC’s routes were primarily in the southeastern United States and the Caribbean and CSA’s routes were primarily in the upper Midwest region of the United States.  Included within the 80 aircraft are four Cessna Caravan aircraft that are considered soft-parked.  Soft-parked aircraft remain covered under MAC and CSA’s agreements with FedEx although at a reduced administrative fee compared to aircraft that are in operation.  MAC and CSA continue to perform maintenance on soft-parked aircraft, but they are not crewed and MAC and CSA do not operate soft-parked aircraft on scheduled routes.
 
Agreements with FedEx are renewable on one-year terms and may be terminated by FedEx any time upon 30 days’ notice.  The Company believes that the short term and other provisions of its agreements with FedEx are standard within the airfreight contract delivery service industry.  Revenues from MAC and CSA’s contracts with FedEx accounted for approximately 52% and 48% of the Company’s consolidated revenue for the fiscal years ended March 31, 2014 and 2013, respectively.  The loss of FedEx as a customer would have a material adverse effect on the Company.  FedEx has been a customer of the Company since 1980.  MAC and CSA are not contractually precluded from providing services to other parties and MAC occasionally provides third-party maintenance services to other airline customers and the U. S. military.  As reported in our Form 10-K for the year ended March 31, 2013, we had been in the process of negotiating replacement agreements with FedEx, but the contract negotiations had been put on hold.  The contract negotiations have recently resumed and are in the early stages.  The terms of the new agreements may differ from the terms of our current agreements, which may affect our results going forward.

MAC and CSA operate under separate aviation certifications.  MAC is certified to operate under Part 121, Part 135 and Part 145 of the regulations of the Federal Aviation Administration (the “FAA”).  These certifications permit MAC to operate and maintain aircraft that can carry up to 18,000 pounds of cargo and provide maintenance services to third-party operators.  CSA is certified to operate and maintain aircraft under Part 135 of the FAA regulations.  This certification permits CSA to operate aircraft with a maximum cargo capacity of 7,500 pounds.

The Cessna Caravan 208B aircraft are maintained on FAA approved inspection programs.  The inspection intervals range from 100 to 200 hours.  The current overhaul period on the Cessna aircraft is 7,500 hours.
 
The ATR-42 and ATR-72 aircraft are maintained under a FAA Part 121 maintenance program.  The program consists of A and C service checks as well as calendar checks ranging from weekly to 12 years in duration.  The engine overhaul period is “on condition”.
 
The Company operates in a niche market within a highly competitive contract cargo carrier market.  MAC and CSA are two of seven carriers that operate within the United States as FedEx feeder carriers.  MAC and CSA are benchmarked against the other five FedEx feeders based on safety, reliability, compliance with Federal, state and applicable foreign regulations, price and other service related measurements.  Accurate industry data is not available to indicate the Company’s position within its marketplace (in large measure because all of the Company’s direct competitors are privately held), but management believes that MAC and CSA, combined, constitute the largest contract carrier of the type described immediately above.
 
FedEx conducts periodic audits of CSA and MAC, and these audits are an integral part of the relationship between the carrier and FedEx.  The audits test adherence to the Aircraft Dry Lease and Service Agreement and assess the carrier’s overall internal control environment, particularly as related to the processing of invoices of FedEx-reimbursable costs.  The scope of these audits typically extends beyond simple validation of invoice data against the third-party supporting documentation.  The audit teams generally investigate the operator’s processes and procedures for strong internal control procedures.  The Company believes satisfactory audit results are critical to maintaining its relationship with FedEx.  The audits conducted by FedEx are not designed to provide any assurance with respect to the Company’s financial statements, and investors, in evaluating the Company’s financial statements, may not rely in any way on any such examination of the Company or any of its subsidiaries.
 
The Company’s overnight air cargo operations are not materially seasonal.
 
Aircraft Deicer and Other Specialized Industrial Equipment Products.
 
In August 1997, the Company organized GGS and acquired the Simon Deicer Division of Terex Aviation Ground Equipment.  GGS is located in Olathe, Kansas and manufactures, sells and services aircraft ground support and other specialized equipment sold to domestic and international passenger and cargo airlines, ground handling companies, the United States Air Force (“USAF”), airports and industrial customers.  Since its inception, GGS has diversified its product line to include additional models of aircraft deicers, scissor-type lifts, military and civilian decontamination units, flight-line tow tractors, glycol recovery vehicles and other specialized types of equipment.  In the fiscal year ended March 31, 2014, sales of deicing equipment accounted for approximately 65% of GGS’s revenues, compared to 58% in the prior fiscal year.

In the manufacture of its ground service equipment, GGS assembles components acquired from third-party suppliers.  Components are readily available from a number of different suppliers.  The primary components for mobile deicing equipment are the chassis (which is a commercial medium or heavy-duty truck), fluid storage tanks, a boom system, fluid delivery system and heating equipment.  The price of these components is influenced by raw material costs, principally high-strength steels and stainless steel.  GGS utilizes continuous improvements and other techniques to improve efficiencies and designs to minimize product price increases to its customers, to respond to regulatory changes, such as emission standards, and to incorporate technological improvements to enhance the efficiency of GGS’s products.  Improvements include the development of single operator mobile deicing units to replace units requiring two operators, a patented premium deicing blend system and a more efficient forced-air deicing system.
 
GGS manufactures five basic models of mobile deicing equipment with capacities ranging from 700 to 2,800 gallons.  GGS also offers fixed-pedestal-mounted deicers.  Each model can be customized as requested by the customer, including single operator configuration, fire suppressant equipment, open basket or enclosed cab design, a patented forced-air deicing nozzle and on-board glycol blending system to substantially reduce glycol usage, color and style of the exterior finish.  GGS also manufactures five models of scissor-lift equipment, for catering, cabin service and maintenance service of aircraft, and has developed a line of decontamination equipment, flight-line tow tractors, glycol recovery vehicles and other special purpose mobile equipment.
 
GGS competes primarily on the basis of the quality and reliability of its products, prompt delivery, service and price.  The market for aviation ground service equipment is highly competitive and directly related to the financial health of the aviation industry, weather patterns and changes in technology.
 
GGS’s mobile deicing equipment business has historically been seasonal.  The Company has continued its efforts to reduce GGS’s seasonal fluctuation in revenues and earnings by broadening its international and domestic customer base and its product line.   In June 1999, GGS was awarded a four-year contract to supply deicing equipment to the USAF.  GGS was awarded two three-year extensions of that contract through June 2009.  On July 15, 2009, the Company announced that GGS had been awarded a new contract to supply deicing trucks to the USAF.  The contract award was for one year with four additional one-year extension options that may be exercised by the USAF.  In June 2013, the fourth and final option period under the contract was exercised, extending the contract to July 2014.  For the year ended March 31, 2014, GGS revenues included $290,000 of deicer unit sales to the USAF under this contract ($7,598,000 for the year ended March 31, 2013.)  At March 31, 2014 there were outstanding orders totaling $3 million under this contract.  On May 15, 2014, GGS was awarded a new contract to supply deicing trucks to the USAF.  The initial contract award is for two years through July 13, 2016 with four additional one-year extension options that may be exercised by the USAF.

In September 2010, GGS was awarded a contract to supply flight-line tow tractors to the USAF.  The contract award was for one year commencing September 28, 2010 with four additional one-year extension options that may be exercised by the USAF.  In August 2013, the third option period under the contract was exercised, extending the contract to September 2014.  For the year ended March 31, 2014, GGS revenues included $777,000 of flight-line tow tractor sales to the USAF under this contract ($7,705,000 for the year ended March 31, 2013.)  GGS’s backlog at March 31, 2014 includes $2.4 million of units ordered by the USAF under this contract.

Because these contracts with the USAF do not obligate the USAF to purchase a set or minimum number of units, the value of these contracts, as well as the number of units to be delivered, depends upon the USAF’s requirements and available funding.  Revenue from GGS’s two contracts with the USAF accounted for approximately 1% and 15% of the Company’s consolidated revenue for the fiscal years ended March 31, 2014 and 2013, respectively.

Ground Support Equipment, Fleet and Facility Maintenance Services.
 
GAS was formed in September 2007 to operate the aircraft ground support equipment (“GSE”), fleet and facility maintenance services business of the Company.  At March 31, 2014, GAS was providing GSE, fleet and facility maintenance services to more than 50 customers at 30 North American airports.

Approximately 16% and 18%, respectively, of GAS’s revenue in the fiscal years ended March 31, 2014 and 2013, was derived from services under contract with Delta Airlines.  Approximately 36% and 37%, respectively, of GAS’s revenue in the fiscal years ended March 31, 2014 and 2013, was derived from services under contract with LSG SkyChefs.  The LSG SkyChefs contract is subject to renewal in July 2014.

GAS is a relatively new provider in its industry segment and competes primarily on the basis of the quality, reliability and pricing of its services.  The market for ground support equipment and airport facility maintenance services is highly competitive and directly related to the financial health of the aviation industry.  GAS’s maintenance service business is not materially seasonal.

Backlog.
 
The Company’s backlog consists of “firm” orders supported by customer purchase orders for the equipment and services sold by GGS.  At March 31, 2014, the Company’s backlog of orders was $14.4 million, all of which the Company expects to be filled in the fiscal year ending March 31, 2015.  At March 31, 2013, the Company’s backlog of orders was $6.5 million.
 
Governmental Regulation.
 
The Department of Transportation (“DOT”) has the authority to regulate economic issues affecting air service.  The DOT has authority to investigate and institute proceedings to enforce its economic regulations, and may, in certain circumstances, assess civil penalties, revoke operating authority and seek criminal sanctions.
 
In response to the terrorist attacks of September 11, 2001, Congress enacted the Aviation and Transportation Security Act (“ATSA”) of November 2001.  ATSA created the Transportation Security Administration (“TSA”), an agency within the DOT, to oversee, among other things, aviation and airport security.  In 2003, TSA was transferred from the DOT to the Department of Homeland Security but the basic mission and authority of TSA remain unchanged.  ATSA provided for the federalization of airport passenger, baggage, cargo, mail, and employee and vendor screening processes.
 
Under the Federal Aviation Act of 1958, as amended, the FAA has safety jurisdiction over flight operations generally, including flight equipment, flight and ground personnel training, examination and certification, certain ground facilities, flight equipment maintenance programs and procedures, examination and certification of mechanics, flight routes, air traffic control and communications and other matters.  The Company has been subject to FAA regulation since the commencement of its business activities.  The FAA is concerned with safety and the regulation of flight operations generally, including equipment used, ground facilities, maintenance, communications and other matters.  The FAA can suspend or revoke the authority of air carriers or their licensed personnel for failure to comply with its regulations and can ground aircraft if questions arise concerning airworthiness.  The FAA also has power to suspend or revoke for cause the certificates it issues and to institute proceedings for imposition and collection of fines for violation of federal aviation regulations.  The Company, through its subsidiaries, holds all operating airworthiness and other FAA certificates that are currently required for the conduct of its business, although these certificates may be suspended or revoked for cause.   The FAA periodically conducts routine reviews of MAC and CSA’s operating procedures and flight and maintenance records.
 
The FAA has authority under the Noise Control Act of 1972, as amended, to monitor and regulate aircraft engine noise.  The aircraft operated by the Company are in compliance with all such regulations promulgated by the FAA.  Moreover, because the Company does not operate jet aircraft, noncompliance is not likely.  Such aircraft also comply with standards for aircraft exhaust emissions promulgated by the Environmental Protection Agency pursuant to the Clean Air Act of 1970, as amended.
 
Because of the extensive use of radio and other communication facilities in its aircraft operations, the Company is also subject to the Federal Communications Act of 1934, as amended.
 
Maintenance and Insurance.
 
The Company, through its subsidiaries, is required to maintain the aircraft it operates under the appropriate FAA and manufacturer standards and regulations.
 
The Company has secured public liability and property damage insurance in excess of minimum amounts required by the United States Department of Transportation.  The Company has also obtained all-risk hull insurance on Company-owned aircraft.

The Company maintains cargo liability insurance, workers’ compensation insurance and fire and extended coverage insurance for owned and leased facilities and equipment.  In addition, the Company maintains product liability insurance with respect to injuries and loss arising from use of products sold and services provided.
 
In March 2014, the Company formed SAIC as a captive insurance company to insure risks of the Company and its subsidiaries that were not previously insured by the various Company insurance programs including but not limited to, the risk of the loss of key customers and contracts, administrative actions and regulatory changes.
 
Employees.
 
At March 31, 2014, the Company and its subsidiaries had 576 full-time and full-time-equivalent employees.  None of the employees of the Company or any of its subsidiaries are represented by labor unions.  The Company believes its relations with its employees are good.

Risks Related to Our Dependence on Significant Customers
 
We are significantly dependent on our contractual relationship with FedEx Corporation, the loss of which would have a material adverse effect on our business, results of operations and financial position.
 
In the fiscal year ended March 31, 2014, 52% of our consolidated operating revenues, and 100% of the operating revenues for our overnight air cargo segment, arose from services we provided to FedEx.  Our agreements with FedEx are renewable on one-year terms and may be terminated by FedEx at any time upon 30 days’ notice.  FedEx has been a customer of the Company since 1980.  The loss of these contracts with FedEx would have a material adverse effect on our business, results of operations and financial position.
 
Our current contracts extend through October 31, 2014.  In the prior year, we had reported that we were in the process of negotiating replacement agreements with FedEx but FedEx had put the contract negotiations on hold.  The contract negotiations have recently resumed and are in the early stages.  We do expect the replacement agreements to be negotiated and put into effect at some point in the future.  The terms of the replacement agreements may differ from the terms of our current agreements, which may affect our results of operations going forward.
 
Because of our dependence on FedEx, we are subject to the risks that may affect FedEx’s operations.

A material reduction in the aircraft we fly for FedEx could materially adversely affect on our business and results of operations.
 
Under our agreements with FedEx, we are not guaranteed a number of aircraft or routes we are to fly.  Our compensation under these agreements, including our administrative fees, depends on the number of aircraft leased to us by FedEx.  Any material permanent reduction in the aircraft we operate could materially adversely affect our business and results of operations.  A temporary reduction could materially adversely affect our results of operations for that period.
 
Our ground support services segment has been dependent upon the revenues from two significant customers, the loss of which could materially impact the segment’s results.
 
In the fiscal year ended March 31, 2014, approximately 52% of GAS’s revenues were derived from services under contracts with two customers.  The contract with one of these customers is subject to renewal in July 2014. The loss of these customers, or a major decline in business activity with these customers, could materially adversely impact the results of the segment.
 
Other Business Risks
 
Our revenues for aircraft maintenance services fluctuate based on the heavy maintenance check schedule, which is based on aircraft usage, for aircraft flown by our overnight air cargo operations.
 
Our maintenance revenues are affected based on the level of heavy maintenance checks performed on aircraft operated by our overnight air cargo operations which is affected by the level of usage of the aircraft.  Accordingly, our maintenance revenues fluctuate from period to period.  In addition, if the number of aircraft operated for FedEx were to decrease, we would likely experience fewer maintenance hours and consequently, less maintenance revenue.
 
Incidents or accidents involving products and services that we sell may result in liability or otherwise adversely affect our operating results for a period.
 
Incidents or accidents may occur involving the products and services that we sell.  While we maintain products liability and other insurance in amounts we believe are customary and appropriate, and may have rights to pursue subcontractors in the event that we have any liability in connection with accidents involving products that we sell, it is possible that in the event of multiple accidents the amount of our insurance coverage would not be adequate.
 
The suspension or revocation of FAA certifications could have a material adverse effect on our business, results of operations and financial condition.
 
Our overnight air cargo operations are subject to regulations of the FAA.  The FAA can suspend or revoke the authority of air carriers or their licensed personnel for failure to comply with its regulations and can ground aircraft if questions arise concerning airworthiness.  The FAA also has power to suspend or revoke for cause the certificates it issues and to institute proceedings for imposition and collection of fines for violation of federal aviation regulations.  Our overnight air cargo subsidiaries, MAC and CSA, operate under separate FAA certifications.  Although it is possible that, in the event that the certification of one of our subsidiaries was suspended or revoked, flights operated by that subsidiary could be transferred to the other subsidiary, we can offer no assurance that we would be able to transfer flight operations in that manner.  Accordingly, the suspension or revocation of any one of these certifications could have a material adverse effect our business, results of operations and financial position.  The suspension or revocation of all of these certifications would have a material adverse effect on our business, results of operations and financial position.

Sales of deicing equipment can be affected by weather conditions.
 
Our deicing equipment is used to deice commercial and military aircraft.  The extent of deicing activity depends on the severity of winter weather.  Mild winter weather conditions permit airports to use fewer deicing units, since less time is required to deice aircraft in mild weather conditions.  As a result, airports may be able to extend the useful lives of their existing units, reducing the demand for new units.

Item 2.     Properties.
 
The Company leases the Little Mountain Airport in Maiden, North Carolina from a corporation whose stock is owned in part by William H. Simpson, an officer and director of the Company, John Gioffre, a director of the Company and the estate of David Clark, of which, Walter Clark, the Company’s former Chief Executive Officer and a former director, is a co-executor and beneficiary, and Allison Clark, a former director, is a beneficiary.  The facility consists of approximately 68 acres with one 3,000 foot paved runway, approximately 20,000 square feet of hangar space and approximately 12,300 square feet of office space.  The operations of the holding company and MAC are headquartered at this facility.  The lease for this facility provided for monthly rent of $14,428 through May 31, 2014.  A new lease amendment was entered into in May 2014 increasing the monthly rent to $14,862 and extending the lease through January 31, 2018.  The amendment also provides for three additional two-year option periods through January 31, 2024.  The lease agreement provides that the Company shall be responsible for maintenance of the leased facilities and for utilities, taxes and insurance.
 
The Company also leases approximately 1,950 square feet of office space and approximately 4,800 square feet of hangar space at the Ford Airport in Iron Mountain, Michigan.  CSA’s operations are headquartered at these facilities which are leased from a third party under an annually renewable agreement.
 
The Company leases approximately 53,000 square feet of a 66,000 square foot aircraft maintenance facility located in Kinston, North Carolina under an agreement that extends through January 2018.  This lease is cancelable under certain conditions at the Company’s option. The Company currently considers the lease to be cancelable and has calculated rent expense under the current lease term.
 
GGS leases an 112,500 square foot production facility in Olathe, Kansas.  The facility is leased from a third party under a lease agreement, which expires in August 2019.
 
As of March 31, 2014, the Company leased hangar, maintenance and office space from third parties at a variety of other locations, at prevailing market terms.  The table of aircraft presented in Item 1 lists the aircraft operated by the Company’s subsidiaries and the form of ownership.

Item 7.                       Management’s Discussion and Analysis of Financial Condition and Results of Operations.
 
Overview
 
The Company operates in three business segments.  The overnight air cargo segment, comprised of its Mountain Air Cargo, Inc. (“MAC”) and CSA Air, Inc. (“CSA”) subsidiaries, operates in the air express delivery services industry.  The ground equipment sales segment, comprised of its Global Ground Support, LLC (“GGS”) subsidiary, manufactures and provides mobile deicers and other specialized equipment products to passenger and cargo airlines, airports, the U. S. military and industrial customers.  The ground support services segment, comprised of its Global Aviation Services, LLC (“GAS”) subsidiary, provides ground support equipment maintenance and facilities maintenance services to domestic airlines and aviation service providers.  Each business segment has separate management teams and infrastructures that offer different products and services.  The Company evaluates the performance of its operating segments based on operating income.

MAC and CSA provide small package overnight airfreight delivery services on a contract basis throughout the eastern half of the United States and the Caribbean.  MAC and CSA’s revenues are derived principally pursuant to “dry-lease” service contracts with FedEx.  Under the dry-lease service contracts, FedEx leases its aircraft to MAC and CSA for a nominal amount and pays a monthly administrative fee to MAC and CSA to operate the aircraft.  Under these contracts, all direct costs related to the operation of the aircraft (including fuel, outside maintenance, landing fees and pilot costs) are passed through to FedEx without markup.  These pass through costs totaled $33,076,000 and $30,561,000 for the years ended March 31, 2014 and 2013, respectively.  These agreements are renewable on one-year terms and may be terminated by FedEx at any time upon 30 days’ notice.  The Company believes that the short term and other provisions of its agreements with FedEx are standard within the airfreight contract delivery service industry.  FedEx has been a customer of the Company since 1980.  Loss of its contracts with FedEx would have a material adverse effect on the Company.
 
As of March 31, 2014, MAC and CSA had an aggregate of 80 aircraft under agreement with FedEx.  Separate agreements cover the three types of aircraft operated by MAC and CSA for FedEx -- Cessna Caravan, ATR-42 and ATR-72.  Pursuant to such agreements, FedEx determines the schedule of routes to be flown by MAC and CSA.  Included within the 80 aircraft are four Cessna Caravan aircraft that are considered soft-parked.  Soft-parked aircraft remain covered under our agreements with FedEx although at a reduced administrative fee compared to aircraft that are in operation.  MAC and CSA continue to perform maintenance on soft-parked aircraft, but they are not crewed and do not operate on scheduled routes.
 
GGS manufactures and supports aircraft deicers and other specialized equipment on a worldwide basis.  GGS manufactures five basic models of mobile deicing equipment with capacities ranging from 700 to 2,800 gallons.  GGS also offers fixed-pedestal-mounted deicers.  Each model can be customized as requested by the customer, including single operator configuration, fire suppressant equipment, open basket

or enclosed cab design, a patented forced-air deicing nozzle and on-board glycol blending system to substantially reduce glycol usage, color and style of the exterior finish.  GGS also manufactures five models of scissor-lift equipment, for catering, cabin service and maintenance service of aircraft, and has developed a line of decontamination equipment, flight-line tow tractors, glycol recovery vehicles and other special purpose mobile equipment.  GGS competes primarily on the basis of the quality, performance and reliability of its products, prompt delivery, customer service and price.
 
On July 15, 2009, the Company announced that GGS had been awarded a new contract to supply deicing trucks to the United States Air Force (“USAF”).  The contract award was for one year with four additional one-year extension options that may be exercised by the USAF.  In June 2013, the fourth and final option period under the contract was exercised, extending the contract to July 2014.  On May 15, 2014, GGS was awarded a new contract to supply deicing trucks to the USAF.  The initial contract award is for two years through July 13, 2016 with four additional one-year extension options that may be exercised by the USAF.
 
In September 2010, GGS was awarded a contract to supply flight-line tow tractors to the USAF.  The contract award was for one year commencing September 28, 2010 with four additional one-year extension options that may be exercised by the USAF.  In August 2013, the third option period under the contract was exercised, extending the contract to September 2014.
 
Because these contracts with the USAF do not obligate the USAF to purchase a set or minimum number of units, the value of these contracts, as well as the number of units to be delivered, depends upon the USAF’s requirements and available funding.
 
GAS was formed in September 2007 to operate the aircraft ground support equipment and airport facility maintenance services business of the Company.  GAS is providing aircraft ground support equipment and airport facility maintenance services to a wide variety of customers at 29 locations throughout the country.
 
In March 2014, the Company formed Space Age Insurance Company (“SAIC”), a captive insurance company licensed in Utah, and initially capitalized with $250,000.  SAIC insures risks of the Company and its subsidiaries that were not previously insured by the Company’s insurance programs; and underwrites third-party risk through certain reinsurance arrangements.  The activities of SAIC are included within the corporate results in the accompanying financial statements. SAIC is structured as a single parent captive hybrid that both insures the risks of its affiliated entities and businesses, and for greater risk diversification and catastrophic risk coverage, participates in a reinsurance pool, which is arranged and administered by Artex Risk Solutions, Inc., a subsidiary of Arthur J. Gallagher & Co.
 
Fiscal 2014 Summary
 
Revenues for our overnight air cargo segment totaled $52,342,000 for the year ended March 31, 2014, representing a $2,491,000 (5%) increase over the prior year.  The segment saw its operating income decrease by $949,000 or 31% in fiscal 2014.  While revenues were up primarily as a result of an increase in maintenance costs passed through to our customer at cost, operating income decreased as a result of a number of factors including FedEx transferring two ATR aircraft to other operators to meet scheduling needs during the past year, increased maintenance labor costs as well as increased rent and repair costs at its heavy maintenance facility.
 
Revenues for GGS totaled $31,510,000 for the year ended March 31, 2014, a decrease of $8,784,000 (22%) from the prior year, while operating income increased by $1,509,000 or 170%.  The decrease in GGS revenues is attributable to a $6.9 million decrease in sales of flight-line tow tractors and a $7.3 million decrease in sales of deicers under the contracts with the USAF, offset partially by a $5.3 million increase in sales of commercial deicers.  Gross margins improved approximately eight percentage points in the segment compared to the prior year as a result of continuing efforts to improve production efficiencies and a change in the product and customer mix, specifically a substantial reduction in the sale of very low margin flight-line tow tractors to the USAF.
 
  During the year ended March 31, 2014, revenues from our GAS subsidiary totaled $16,920,000, representing a $4,001,000 (31%) increase from the prior year.  The segment also saw its operating income increase by $214,000 or 25% in fiscal 2014.  These increases in revenues and operating income are the result of the addition of new customers and locations as this segment continues to build its revenue base.  The segment margin has decreased slightly as a result of increases in management salaries and related infrastructure costs.

In November 2013, the Company entered into a Severance Agreement and Release with Walter Clark which provided for Mr. Clark’s resignation as President and Chief Executive Officer of the Company and from the Board of Directors of the Company.  The Company agreed to pay Mr. Clark all unpaid salary, vacation pay and expenses as of the effective date of his resignation, incentive compensation pursuant to his Employment Agreement with respect to the fiscal year ending March 31, 2014 (calculated as 2% of eligible pretax earnings prorated for the fiscal year ending March 31, 2014) to be paid in June 2014, and a lump sum severance payment of $565,680 as provided by Mr. Clark’s Employment Agreement.  The Company also agreed to purchase all of the 93,758 shares of Company stock held by Mr. Clark at a price of $11.50 per share or $1,078,216.  In addition, the Company agreed to repurchase 50,000 stock options from Mr. Clark for $160,500.  All of these amounts were paid to Mr. Clark in November 2013 with the exception of the incentive compensation of $36,000 which will be paid in June 2014.
 
Fiscal 2014 vs. 2013
 
Consolidated revenue decreased $2,292,000 (2%) to $100,772,000 for the fiscal year ended March 31, 2014 compared to the prior fiscal year.  The decrease in 2014 revenue resulted from the significant decrease in GGS revenues partially offset by smaller increases in GAS and overnight air cargo revenues.
 
Revenues in the overnight air cargo segment increased $2,491,000 (5%) to $52,342,000, principally due to increases in maintenance operating costs passed through to our air cargo customer at cost.
 
Revenues in the ground equipment sales segment decreased by $8,784,000 (22%) to $31,510,000 in fiscal 2014.  The decrease in GGS revenues is attributable to a $6.9 million decrease in sales of flight-line tow tractors and a $7.3 million decrease in sales of deicers under the contracts with the USAF, offset partially by a $5.3 million increase in sales of commercial deicers.
 
Revenues in the ground support services segment increased by $4,001,000 (31%) to $16,920,000, resulting from an increase in new customers as well as an increase in work and locations for existing customers.
 
Operating expenses on a consolidated basis decreased $2,197,000 (2%) to $98,139,000 for fiscal 2014 compared to fiscal 2013.  The decrease was due to a number of offsetting factors.  Operating expenses in the overnight air cargo segment were up $3,239,000 (8%) over the prior year.  Of the segment’s $46,398,000 of operating costs in the current year, $33,076,000 was costs passed through to our air cargo customer without markup.  In addition, MAC has experienced increased maintenance labor costs as well as increased rent and repair costs at its main maintenance facility, resulting in the higher costs this year.  Finally, MAC operated two fewer ATR aircraft than in the prior year resulting in decreased pass-through costs to our air cargo customer.  Ground equipment sales operating costs decreased $10,431,000 (30%) compared to the 22% decrease in sales.  Gross margins improved approximately eight percentage points in the segment as a result of continuing efforts to improve production efficiencies and a change in the product and customer mix, specifically a substantial reduction in the sale of very low margin flight-line tow tractors to the USAF.  Operating expenses in the ground support services segment increased by $3,263,000 (32%) driven principally by the current year’s 31% increase in revenues.  General and administrative expense increased $1,540,000 (14%) to $12,843,000 in fiscal 2014.  The Company paid the $566,000 severance payment to Mr. Clark in the current year, representing the most significant increase from the prior year.  The Company incurred increased general and administration costs in the ground support services segment of $547,000 relating to staffing costs, rents and other operating costs, and supply costs associated with new stations and increased business in fiscal 2014.  The Company also experienced increases in bad debts, employee benefits, professional fees and shareholder expenses in fiscal 2014.

Operating income for the year ended March 31, 2014 was $2,633,000, a $95,000 (4%) decrease from fiscal 2013.  While operating income was only down marginally, there were large swings in the various segments.  The ground equipment sales segment saw the largest change in operating income increasing by 170% over the prior year as a result of the dramatic improvement in margins.  The ground support services segment also saw a more modest increase in its operating income resulting from its continued growth in revenues.  The overnight air cargo segment saw a decrease in its operating income this year resulting from increasing expenses and reduced revenue aircraft.
 
Non-operating income, net for the year ended March 31, 2014 was $26,000, a $24,000 increase from fiscal 2013 resulting from gain on the sale of marketable securities and increased investment income on surplus cash.

During the year ended March 31, 2014, the Company recorded $1,192,000 in income tax expense, which resulted in an estimated annual tax rate of 44.8%, compared to the rate of 38.8% for the prior year.  The estimated annual effective tax rates for both periods differ from the U. S. federal statutory rate of 34% primarily due to the effect of state income taxes.  The current period rate is higher due primarily to the true up of prior year state income taxes.  In addition, during the year ended March 31, 2014, the Company settled an IRS examination for the year ended March 31, 2011 and paid additional federal tax of $62,000, which increased the income tax provision for the year ended March 31, 2014 by that amount.

Net earnings of $1,467,000 or $0.60 per diluted share, for the year ended March 31, 2014 have declined from the prior year results largely due to the increased provision for income taxes driven by the higher tax rate in the current year related to the prior year state tax true up.
 
Liquidity and Capital Resources
 
As of March 31, 2014, the Company held approximately $3.8 million in cash and cash equivalents.  Of this amount, $2,500,000 was invested in accounts not insured by the Federal Deposit Insurance Corporation (“FDIC”), including approximately $1,500,000 held in a money market fund and $1,000,000 invested in uninsured demand debt obligations of Duke Energy Corporation.
 
As of March 31, 2014, the Company’s working capital amounted to $22,133,000, a decrease of $534,000 compared to March 31, 2013.
 
The Company has a $7,000,000 secured long-term revolving credit line with an expiration date of August 31, 2015.  The revolving credit line contains customary events of default, a subjective acceleration clause and a fixed charge coverage requirement, with which the Company was in compliance at March 31, 2014.  The Company had no outstanding obligations under its line of credit at March 31, 2014 and 2013.  See Note 7 in the consolidated financial statements, included elsewhere in this report, for further discussion.
 
The Company is exposed to changes in interest rates on its line of credit.  Although the line had no outstanding balance at March 31, 2014 and 2013, the line of credit did have a weighted average balance outstanding of approximately $52,000 during the year ended March 31, 2014.   If the LIBOR interest rate had been increased by one percentage point, based on the weighted average balance outstanding for the year, the change in annual interest expense would have been negligible.

Cash provided by operating activities was $4,917,000 less in fiscal 2014 compared to fiscal 2013.  The most significant factor was inventories which increased substantially during the current year reflecting the significant increase in order backlog compared to the prior year while inventories had declined significantly in the prior year as a result of focus on reducing inventories from substantially higher levels.  This change was somewhat offset by related movements in accounts payable related to inventories. An additional offsetting factor was accounts receivable which decreased during the current year while increasing in the prior year.
 
Cash used in investing activities was $2,336,000 more in fiscal 2014 due to a $1,735,000 increase in the purchase of marketable securities in the current fiscal year, offset by proceeds of $275,000 from the sale of marketable securities.  In addition, capital expenditures increased by $908,000 in fiscal 2014 compared to the prior year, largely as a result of $788,000 of additions to leased equipment in the current year.

Cash used by financing activities was $1,569,000 more in fiscal 2014, than in the corresponding prior year period due primarily to $1,078,000 paid to repurchase the former Chief Executive Officer’s common stock, $395,000 paid to repurchase stock options and a $122,000 increase in the annual cash dividend paid to shareholders, offset by $25,000 received from the exercise of stock options.
 
There are currently no commitments for significant capital expenditures.  In May 2014, the Company’s Board of Directors adopted a policy to discontinue the payment of a regularly scheduled annual cash dividend.
 
Off-Balance Sheet Arrangements
 
The Company defines an off-balance sheet arrangement as any transaction, agreement or other contractual arrangement involving an unconsolidated entity under which a Company has (1) made guarantees, (2) a retained or a contingent interest in transferred assets, (3) an obligation under derivative instruments classified as equity, or (4) any obligation arising out of a material variable interest in an unconsolidated entity that provides financing, liquidity, market risk or credit risk support to the Company, or that engages in leasing, hedging, or research and development arrangements with the Company.  The Company is not currently engaged in the use of any of these arrangements.
 
Impact of Inflation
 
The Company believes that inflation has not had a material effect on its manufacturing operations, because increased costs to date have been passed on to its customers. Under the terms of its overnight air cargo business contracts the major cost components of its operations, consisting principally of fuel, crew and other direct operating costs, and certain maintenance costs are reimbursed by its customer.  Significant increases in inflation rates could, however, have a material impact on future revenue and operating income.
 
Seasonality
 
GGS’s business has historically been seasonal.  The Company had worked to reduce GGS’s seasonal fluctuation in revenues and earnings by increasing military and international sales and broadening its product line to increase revenues and earnings throughout the year.  In June 1999, GGS was awarded a four-year contract to supply deicing equipment to the United States Air Force (“USAF”), and subsequently was awarded two three-year extensions on the contract, which expired in June 2009.  In July 2009, GGS was awarded a one-year contract with the USAF with four additional one-year extension options which have been exercised.  On May 15, 2014, GGS was awarded a new two-year contract with four additional one-year extension options to continue to supply deicing trucks to the USAF.  Although GGS has retained the USAF deicer contract, orders under the expiring contract have decreased to the point where USAF revenues were less than 4% of GGS revenues in the year ended March 31, 2014.  As a result, GGS revenues and operating income are once again seasonal in nature, particularly with regard to commercial deicers which typically are delivered prior to the winter season, with revenues and operating income for the segment typically being lower in the first and fourth fiscal quarters.  The overnight air cargo and ground support services segments are not susceptible to seasonal trends.

Critical Accounting Policies and Estimates
 
The Company’s significant accounting policies are more fully described in Note 1 of Notes to the Consolidated Financial Statements in Item 8.  The preparation of the Company’s consolidated financial statements in conformity with accounting principles generally accepted in the United States requires the use of estimates and assumptions to determine certain assets, liabilities, revenues and expenses.  Management bases these estimates and assumptions upon the best information available at the time of the estimates or assumptions.  The Company’s estimates and assumptions could change materially as conditions within and beyond our control change.  Accordingly, actual results could differ materially from estimates.  The Company believes that the following are its most significant accounting policies:
 
Allowance for Doubtful Accounts.  An allowance for doubtful accounts receivable is established based on management’s estimates of the collectability of accounts receivable.  The required allowance is determined using information such as customer credit history, industry information, credit reports, customer financial condition and the collectability of outstanding accounts receivables.  The estimates can be affected by changes in the financial strength of the aviation industry, customer credit issues or general economic conditions.

Inventories.  The Company’s parts inventories are valued at the lower of cost or market.  Provisions for excess and obsolete inventories are based on assessment of the marketability of slow-moving and obsolete inventories.  Historical parts usage, current period sales, estimated future demand and anticipated transactions between willing buyers and sellers provide the basis for estimates.  Estimates are subject to volatility and can be affected by reduced equipment utilization, existing supplies of used inventory available for sale, the retirement of aircraft or ground equipment and changes in the financial strength of the aviation industry.
 
Warranty Reserves.  The Company warranties its ground equipment products for up to a three-year period from date of sale.  Product warranty reserves are recorded at time of sale based on the historical average warranty cost and are adjusted as actual warranty cost becomes known.
 
Income Taxes.  Income taxes have been provided using the asset and liability method.  Deferred tax assets and liabilities are recognized for the future tax consequences attributable to differences between the financial statement carrying amounts of existing assets and liabilities and their respective tax bases. Deferred tax assets and liabilities are measured using enacted tax laws and rates expected to apply to taxable income in the years in which those temporary differences are expected to be recovered or settled. The effect of a change in tax rates on deferred tax assets and liabilities is recognized in income in the period that includes the enactment date.
 
Revenue Recognition.  Cargo revenue is recognized upon completion of contract terms.  Maintenance and ground support services revenue is recognized when the service has been performed.  Revenue from product sales is recognized when contract terms are completed and ownership has passed to the customer.

NOTES TO CONSOLIDATED FINANCIAL STATEMENTS
YEARS ENDED MARCH 31, 2014 AND 2013
 
Air T, Inc. (the “Company”), a Delaware corporation, operates wholly owned subsidiaries in three industry segments.  The overnight air cargo segment, comprised of its Mountain Air Cargo, Inc. (“MAC”) and CSA Air, Inc. (“CSA”) subsidiaries, operates in the air express delivery services industry.  The ground equipment sales segment, comprised of its Global Ground Support, LLC (“GGS”) subsidiary, manufactures and provides mobile deicers and other specialized equipment products to passenger and cargo airlines, airports, the military and industrial customers.  The ground support services segment, comprised of its Global Aviation Services, LLC (“GAS”) subsidiary, provides ground support equipment maintenance and facilities maintenance services to domestic airlines and aviation service providers.  In March 2014, the Company formed a wholly-owned subsidiary, Space Age Insurance Company (“SAIC”), as a single parent hybrid captive insurance company to insure risks of the Company and its subsidiaries that were not previously insured by the various Company insurance programs; and underwrites third-party risks through certain reinsurance arrangements.  The activities of SAIC are included within the corporate results in the accompanying financial statements.
 
1.           SUMMARY OF SIGNIFICANT ACCOUNTING POLICIES
 
Principles of Consolidation – The consolidated financial statements include the accounts of the Company and subsidiaries.  All intercompany transactions and balances have been eliminated in consolidation.
 
Accounting Estimates – The preparation of financial statements in conformity with accounting principles generally accepted in the United States of America requires management to make estimates and assumptions that affect the amounts reported and disclosed.  Actual results could differ from those estimates.
 
Concentration of Credit Risk – The Company’s potential exposure to concentrations of credit risk consists of trade accounts and notes receivable, and bank deposits.  Accounts receivable are normally due within 30 days and the Company performs periodic credit evaluations of its customers’ financial condition.  Notes receivable payments are normally due monthly. The required allowance for doubtful accounts is determined using information such as customer credit history, industry information, credit reports, customer financial condition and the collectability of past-due outstanding accounts receivables.  The estimates can be affected by changes in the financial strength of the aviation industry, customer credit issues or general economic conditions.
 
At various times throughout the year, the Company had deposits with banks in excess of amounts covered by federal depository insurance and investments in corporate notes that are not covered by insurance.
 
A majority of the Company’s revenues are concentrated in the aviation industry and revenues can be materially affected by current economic conditions and the price of certain supplies such as fuel, the cost of which is passed through to the Company’s cargo customer.  The Company has a customer concentration in its overnight air cargo segment which provides service to one major customer.  The loss of a major customer would have a material impact on the Company’s results of operations.  See Note 12 “Major Customers”.
 
          Cash and Cash Equivalents – Cash equivalents consist of liquid investments with maturities of three months or less when purchased.
 
Marketable Securities – In accordance with Accounting Standards Codification (“ASC”) 320, Investments – Debt and Equity Securities, and based on our intentions regarding these instruments, we classify all of our marketable equity securities as available-for-sale.  Marketable equity securities are reported at fair value, with all unrealized gains (losses) reflected net of tax in stockholders’ equity on our consolidated balance sheets, and as a line item in our consolidated statements of comprehensive income.  If we determine that an investment has other than a temporary decline in fair value, we recognize the investment loss in non-operating income, net in the accompanying consolidated statements of comprehensive income.  We regularly evaluate our investments for impairment using both quantitative and qualitative criteria.  For equity securities we consider the length of time and magnitude of the amount of each security that is in an unrealized loss position.  Substantially all of our marketable securities investments are classified as current based on the nature of the investments and their availability for use in current operations.

Inventories – Inventories related to the Company’s manufacturing and service operations are carried at the lower of cost (first in, first out) or market.  When finished goods units are leased to customers under operating leases, the units are transferred to Property and Equipment.  Aviation parts and supplies inventories are carried at the lower of average cost or market.  Consistent with industry practice, the Company includes expendable aircraft parts and supplies in current assets, although a certain portion of these inventories may not be used or sold within one year.
 
Property and Equipment – Property and equipment is stated at cost or, in the case of equipment under capital leases, the present value of future lease payments.  Rotable parts represent aircraft parts which are repairable, capitalized and depreciated over their estimated useful lives.  Depreciation and amortization are provided on a straight-line basis over the asset’s useful life.  Useful lives range from three years for computer equipment, seven years for flight equipment and ten years for deicers and other equipment leased to customers.
 
The Company assesses long-lived assets used in operations for impairment when events and circumstances indicate the assets may be impaired and the undiscounted cash flows estimated to be generated by those assets are less than their carrying amount.  In the event it is determined that the carrying values of long-lived assets are in excess of the fair value of those assets, the Company then will write-down the value of the assets to fair value.
 
Revenue Recognition   – Cargo revenue is recognized upon completion of contract terms.  Maintenance and ground support services revenue is recognized when the service has been performed.  Revenue from product sales is recognized when contract terms are completed and ownership has passed to the customer.

Operating Expenses Reimbursed by Customer – The Company, under the terms of its overnight air cargo dry-lease service contracts, passes through to its air cargo customer certain cost components of its operations without markup.  The cost of flight crews, fuel, landing fees, outside maintenance, parts and certain other direct operating costs are included in operating expenses and billed to the customer, at cost, and included in overnight air cargo revenue on the accompanying statements of income.  These pass through costs totaled $33,076,000 and $30,561,000 for the years ended March 31, 2014 and 2013, respectively.

Stock Based Compensation   – The Company maintains a stock option plan for the benefit of certain eligible employees and directors of the Company. The Company recognizes compensation expense on stock options based on their fair values over the requisite service period. The compensation cost we record for these awards is based on their fair value on the date of grant. The Company has used the Black Scholes option-pricing model as its method for valuing stock options. The key assumptions for this valuation method include the expected term of the option, stock price volatility, risk-free interest rate and dividend yield. Many of these assumptions are judgmental and highly sensitive in the determination of compensation expense.
 
Warranty Reserves – The Company warranties its ground equipment products for up to a three-year period from date of sale.  Product warranty reserves are recorded at time of sale based on the historical average warranty cost and are adjusted as actual warranty cost becomes known.

Reclassifications – Certain reclassifications have been made to the fiscal 2013 amounts to conform to the current year presentation.  Specifically, certain station expenses, including rents and salaries, totaling $1,154,000, have been reclassified from general and administrative expenses to Ground Support Services operating expenses in the financial statements for the year ended December 31, 2013.  The reclassification had no impact on segment operating income.

7.           FINANCING ARRANGEMENTS

The Company has a $7,000,000 secured long-term revolving credit line with an expiration date of August 31, 2015.  The revolving credit line contains customary events of default, a subjective acceleration clause and a fixed charge coverage requirement, with which the Company was in compliance at March 31, 2014.  There is no requirement for the Company to maintain a lock-box arrangement under this agreement.  The amount of credit available to the Company under the agreement at any given time is determined by an availability calculation, based on the eligible borrowing base, as defined in the credit agreement, which includes the Company’s outstanding receivables, inventories and equipment, with certain exclusions. At March 31, 2014, $7,000,000 was available under the terms of the credit facility.

Amounts advanced under the credit facility bear interest at the 30-day “LIBOR” rate plus 150 basis points.  The LIBOR rate at March 31, 2014 was approximately .15%.  At March 31, 2014 and 2013, there was no balance outstanding on the credit facility.
 

8.           LEASE COMMITMENTS

The Company has operating lease commitments for office equipment and its office and maintenance facilities.  The Company leases its corporate offices from a company controlled by certain of the Company’s current and former officers and directors.  The lease for this facility provided for monthly rent of $14,428 through May 31, 2014.  A new lease amendment was entered into in May 2014 increasing the monthly rent to $14,862 and extending the lease through January 31, 2018.  The amendment also provides for three additional two-year option periods through January 31, 2024.

The Company leases an aircraft maintenance facility located in Kinston, N. C. under an agreement that extends through January 2018, with monthly rental amounts increasing every five years.  However, based on the occurrence of certain events related to the composition of aircraft fleet, the lease may be canceled by the Company with 90 days notice.  The Company currently considers the lease to be cancelable.
 
GGS leases its production facility under an agreement that extends through August 2019.

10.           STOCKHOLDERS’ EQUITY
 
The authorized capital structure of the Company includes 4,000,000 shares of common stock, with a par value of $0.25 per share.  In May 2014, the Company’s Board of Directors adopted a policy to discontinue the payment of a regularly scheduled annual cash dividend.
 
On May 14, 2014, the Company announced that its Board of Directors had authorized a program to repurchase up to 750,000 shares of the Company’s common stock from time to time on the open market or in privately negotiated transactions, in compliance with SEC Rule 10b-18, over an indefinite period.
 
In addition to common stock, the Company may issue up to 50,000 shares of $1.00 par value preferred stock, in one or more series, on such terms and with such rights, preferences and limitations as determined by the Board of Directors.  A total of 5,000 shares of preferred stock are authorized for issuance as Series A Junior Participating Preferred Stock, of which 3,000 shares had been reserved for issuance pursuant to the Company’s former Rights Agreement, described below.  No preferred shares have been issued as of March 31, 2014.
 
 
On March 26, 2013, the Board of Directors of the Company adopted a Rights Agreement (the “Rights Agreement”).  The Rights Agreement was subsequently amended and restated as of June 13, 2013.  The Rights Agreement expired at the conclusion of the August 30, 2013 Annual Meeting of Stockholders.
 
11.           EMPLOYEE AND NON-EMPLOYEE STOCK OPTIONS
 
The Company has granted options to purchase up to a total of 256,000 shares of common stock to key employees, officers and non-employee directors with exercise prices at 100% of the fair market value on the date of grant.  As of March 31, 2014, 135,000 shares remain available for grant under two plans.  The employee options generally vest one-third per year beginning with the first anniversary from the date of grant.   The non- employee director options generally vest one year from the date of grant.
 
Compensation expense related to stock options granted was $23,200 and $13,000 for the years ended March 31, 2014 and 2013, respectively.  As of March 31, 2014, there was $9,000 of unrecognized compensation expense, related to the stock options ($10,700 at March 31, 2013).  Options to purchase 10,000 and 12,500 shares were granted in fiscal 2014 and 2013, respectively.

The deferred tax items are reported on a net current and non-current basis in the accompanying fiscal 2014 and 2013 consolidated balance sheets according to the classification of the related asset and liability.

The Company has federal net operating losses of $233,000, which begin to expire in the 2034 fiscal year.

 The Company accounts for uncertain tax positions in accordance with accounting principles generally accepted in the United States of America.  The Company has analyzed filing positions in all of the federal, state and international jurisdictions where it is required to file income tax returns, as well as all open tax years in these jurisdictions.  The periods subject to examination for the Company’s federal return are the fiscal 2012 through 2013 tax years.  The periods subject to examination for the Company’s state returns are the fiscal 2010 through 2013 tax years.  During fiscal 2014, the Company settled an IRS examination for the year ended March 31, 2011 and paid additional federal tax of $62,000, which has increased the income tax provision for the year ended March 31, 2014.  As of March 31, 2014 and 2013, the Company did not have any unrecognized tax benefits.

It is the Company’s policy to recognize interest and penalties accrued on any unrecognized tax benefits as a component of income tax expense.  As of March 31, 2014 and 2013, the Company did not have any accrued interest or penalties associated with any unrecognized tax benefits, nor was any interest expense recognized during the years ended March 31, 2014 and 2013.

14.           EMPLOYEE BENEFITS
 
The Company has a 401(k) defined contribution plan covering domestic employees and an 1165(E) defined contribution plan covering Puerto Rico based employees (“Plans”).  All employees of the Company are eligible to participate in the Plans after six months of service.  The Company’s contribution to the Plans for the years ended March 31, 2014 and 2013 was approximately $287,000 and $278,000, respectively and was recorded in general and administrative expenses in the consolidated statements of income.
 
The Company, in each of the past two years, has paid a discretionary profit sharing bonus in which all employees have participated.  Profit sharing expense in fiscal 2014 and 2013 was approximately $500,000 and $385,000, respectively, and was recorded in general and administrative expenses in the consolidated statements of income.

The Company operates in three business segments.  The overnight air cargo segment, comprised of its Mountain Air Cargo, Inc. (“MAC”) and CSA Air, Inc. Solely as a result of the material weakness in internal control described above, our management has concluded that, as of March 31, 2014, our internal control over financial reporting was not effective based on the criteria in Internal Control — Integrated Framework (1992) issued by COSO.
 
Our plan to remediate this material weakness includes education of appropriate internal accounting personnel and the engagement of third-party advisors to strengthen the level of review and validation performed over the financial statement income tax provision

LEASE AGREEMENT
 
THIS LEASE AGREEMENT made and entered into as of this 17th day of December , 2013 (“Effective Date”), by and between R.W.B.C., L.L.C., a Missouri Limited Liability Company, having a place of business at 4901 Wornall Road, Suite 10, Kansas City, Missouri   64112 (“Landlord”) and GLOBAL GROUND SUPPORT, LLC, a Kansas Limited Liability Company whose principal place of business is located at 540 E. 56 Highway, Olathe, Kansas (Tenant”).
 
ARTICLE I: PREMISES
 
1.1   DESCRIPTION:   Landlord hereby leases to Tenant and Tenant hereby leases from Landlord, subject to the provisions contained herein, certain premises consisting of approximately 112,493 +/- rentable square feet in the Warehouse (defined hereinafter), the address of which is commonly known as 540 E. 56 Highway, Olathe, Kansas 66061.
 
1.2   EXCEPTION AND RESERVATION:
 
(a)   Reserved Areas .  Landlord reserves all rights to use (or to grant other parties the right to use) (i) the roof of the Warehouse; (ii) air rights above the Premises; and (iv) areas within the Premises necessary for utilities, services, safety and operation of the Warehouse that will not materially interfere with Tenant’s use of the Premises.
 
(b)   Landlord’s Right of Entry .  Upon reasonable notice to Tenant (except for emergencies, in which case notice is not required), Landlord or Landlord’s agents may: (i) inspect the Premises; (ii) show the Premises to prospective purchasers, tenants, lenders, insurers and governmental authorities; (iii) make such repairs, alterations, improvements or additions as Landlord may deem necessary; and (iv) place in and upon the Premises the usual notices advertising the same for sale or lease, as the case may be, if Tenant abandons or vacates the same, or at any time during the ninety (90) days prior to the expiration of the Term (defined hereinafter). If Tenant is not personally present to open and permit an entry into the Premises, when for any reason an entry therein is necessary or permissible pursuant to this Paragraph 1.2(b), Landlord or Landlord’s agents may enter the same by a master key or, in an emergency, may forcibly enter the same without rendering Landlord or its agents liable therefore, and without in any manner affecting the obligations and covenants of this lease.  Nothing herein contained, however, shall be deemed or construed to impose upon Landlord any obligation, responsibility or liability whatsoever for the care, maintenance or repair of the Premises or any part thereof, except as otherwise herein specifically provided.  In connection with entering the Premises to exercise any of the foregoing rights while Tenant is occupying the same, Landlord shall take reasonable steps to minimize any interference with Tenant’s business, and following completion of any work, return Tenant’s leasehold improvements, fixtures, property and equipment to the original locations and condition to the fullest extent reasonably possible.
 
1.3   DEFINITIONS:
 
(a)   Warehouse ” means the entire development commonly known as the Warehouse including any and all proposed structures, (whether reflected in Exhibit A or hereafter incorporated in the Warehouse); parking facilities, common facilities, and the like to be built on the property shown on said Exhibit A, as the same may from time to time be reduced, or as the same may from time to time be increased by the addition of other land, together with structures and the like thereon, which may from time to time be included by Landlord in the development.
 
(b)   Commencement Date ” means September 1, 2014
 
(c)   Term ” means the initial term of this lease and any renewals thereafter.
 
ARTICLE II:  TERM
 
2.1   TERM; BASE RENT:   The initial Term of this lease will be five (5) years unless sooner terminated hereby, commencing on the Commencement Date.
 
2.2   PRIOR INSTALLATION:   Subject to Landlord’s consent, Tenant may install fixtures and equipment in the Premises prior to the Commencement Date.  Any work done by Tenant prior to the Commencement Date shall be done in a manner as to not interfere with the progress of the work by Landlord, and Landlord shall have no liability or responsibility for loss of or any damage to fixtures, equipment or other property of Tenant so installed or placed on the Premises.
 
2.3   TERMINATION OPTION:   Tenant shall have the right after thirty-six (36) months from the effective date to terminate this Lease for convenience by providing Landlord a written one hundred, eighty day notice of Tenant’s intention to terminate early.  Tenant shall be responsible for all unpaid rents due until the date Tenant vacates the premises.  Tenant shall also reimburse Landlord the unamortized portion of the improvements stated in Exhibit D of this Lease.  The cost of improvements is estimated to be $117,400.00.  The amortization shall reduce this amount by twenty percent (20%) at the end of each Lease year.
 
ARTICLE III:   RENT AND OTHER TENANT CONTRIBUTIONS
 
3.1   BASE AND ADDITIONAL RENT:   Tenant shall pay without the right of set-off to Landlord as base rent for the Premises on or in advance of the first day of each month of any Term at the address described in Paragraph 12.5 below (or such other place as Landlord may designate from time to time).  With respect to the initial Term, the base rent will be the amounts as described in the following schedule:

Additional amounts, if any, due under Paragraphs 3.4, 3.5 and 3.6.  The base year shall be 2013.
 
3.2   LEASE YEAR:   “Lease Year” means the twelve (12) months beginning on the first day of January immediately following the Commencement Date and terminating on the succeeding December 31st, or succeeding calendar years.
 
3.3   PARTIAL YEAR:   “Partial Year” means the period beginning with the Commencement Date and ending the succeeding December 31st or in the alternative, the period beginning with the first day of January in the final year of the Term (or any renewal year thereof) and ending on the last day of the Term.
 
3.4   TAXES:   Tenant agrees to pay to Landlord its proportionate share of all real estate and ad valorem taxes, including any and all general or special assessments, which may be levied or assessed by any lawful authority for each calendar year during the Lease Term including those assessed against the land and/or buildings comprising the shopping center.  Tenant proportionate share shall be the same ratio of the total amount due as the total gross square footage of the within premise demised to Tenant shall bear to the total square footage of all of the gross leaseable space in the shopping center.  Tenant agrees to pay to Landlord on the first day of each month of the term in advance such amount as Landlord shall estimate shall be equal to 1/12th of the annual Tenant’s share of the anticipated taxes for the ensuing year, at the time and place provided for the payment of rent.  Upon receipt of the tax bills for any given year, the Landlord shall compute the share of said bills due from Tenant and a summary shall be furnished to Tenant reflecting the actual amount of taxes due.  In the event the amounts paid by Tenant during the preceding period shall be in excess of its proportionate share, the excess shall be credited against the next ensuing tax payments due from Tenant; in the event the amount paid by Tenant shall be less than its proportionate share, then it shall pay the remaining balance within thirty (30) days after such notice is furnished.  The notice furnished Tenant shall also include a computation of the estimated sums that would be due from Tenant each month for the ensuing lease year and the monthly tax payment to be made as aforesaid shall be adjusted accordingly for the ensuing period.  It is estimated by Landlord that the taxes for the initial full tax year will be $66,000.00 and the monthly installment to be paid by Tenant commencing on the date rent commences hereunder shall be $5,500.00, which sum shall be subject to adjustment as soon as actual tax bills are received.  In the event any tax shall be assessed upon rent by any governmental authority to the within premises, said tax shall be paid by Tenant as additional rental, in the same proportion as hereinbefore provided.  In the event Landlord shall elect to contest any proposed increase in taxes, any expense incurred in such contest, including reasonable attorneys’ fee or appraisers’ fees shall be considered as tax expenses under the terms of this paragraph, and shall be borne by Tenant in the proportion above set forth.  In the event the method of taxation applicable to rental property shall be adjusted or modified, a modification agreement with respect to this paragraph shall be entered into to equitably apply the principal hereof to said revised tax system.
 
3.5   INSURANCE:   Tenant agrees to pay to Landlord its proportionate share of all fire and extended coverage insurance determined by Landlord to be required in connection with the within Warehouse, together with rent insurance in such sum as shall be determined, the Tenant’s proportionate share to be determined in the same manner as provided for in the preceding paragraph, and to be adjusted periodically in the same manner.  It is estimated by Landlord that the insurance premiums for the initial full year will be $18,000.00 and the monthly installment to be paid by Tenant commencing on the date rent commences shall be $1,500.00 which sum shall be subject to adjustment as soon as insurance premium is received.
 
3.6   SECURITY DEPOSIT:   Landlord acknowledges that it has received from Tenant the sum of $29,529.41 of which -0- shall apply to the first month’s rent obligation of Tenant after the Commencement Date, and the balance of $29,529.41 (“Security Deposit”) to remain on deposit with Landlord during the Term as security for the payment of rent and the full and faithful performance by Tenant of the covenants and conditions of this lease.  In the event of any default, the Security Deposit shall be retained by Landlord and may be applied toward damages arising from such default.  The Security Deposit shall not be construed as liquidated damages.  Upon yielding of the Premises at the termination of this lease and provided no default by Tenant exists, Landlord shall return the Security Deposit to Tenant within fifteen (15) days of such termination.  No interest shall be payable on the Security Deposit.  Landlord may apply the Security Deposit, or portion thereof, to the curing of any default that may exist.  Should Landlord convey its interest under this lease, the Security Deposit, or the part or portion thereof not previously applied, shall be turned over to Landlord’s grantees or assigns:  Tenant hereby releases Landlord from any liability with respect to the Security Deposit and agrees to look solely to such grantee or assignee, and this provision shall also apply to subsequent grantees or assignees.  Tenant agrees it shall not assign, pledge, mortgage or otherwise hypothecate its interest in the Security Deposit.  It is agreed that the Security Deposit is not made in payment of rent but is paid solely as security by Tenant for the full and faithful performance of the obligations and terms of this lease.  Should the entire Security Deposit or any portion thereof be applied by Landlord for the payment of overdue rent or other sums due and payable to Landlord by Tenant, then Tenant shall, upon written demand by Landlord, remit to Landlord a sufficient amount in cash to restore the Security Deposit to the original sum deposited, and Tenant’s failure to do so within ten (10) days after receipt of such demand will constitute a breach of this lease.
 
3.7   PAYMENT OF CHARGES:   All other charges, if any, to be paid by Tenant shall constitute additional rent and shall be paid as provided in this lease and the non-payment of any item when due (or with the monthly payments if not otherwise provided for herein) shall constitute an item of default under the terms hereof.
 
ARTICLE IV: USE OF PREMISES
 
4.1   TENANT’S USE:   The Premises will be used and occupied by Tenant solely for office, manufacturing, storage and assembly of truck mounted equipment and for no other purpose without Landlord’s prior written consent.  Tenant shall comply with all rules, regulations and laws of any governmental authority with respect to use and occupancy.
 
4.2   UTILITIES:   Tenant agrees to pay for Tenant’s requirements of electric current, gas, sewer, heat, water and all other utilities, and all taxes or charges on such utility services which are used on or attributable to the Premises.  In no event shall Landlord be liable for any interruption or failure in the supply of any utilities to the Premises.
 
4.3   SIGNS:   Tenant may place on any exterior door, wall or window of the Premises any sign or advertising matter which is allowed by code.  Tenant agrees to maintain such sign or advertising matter as approved by Landlord in good condition and repair.  All signs must comply with applicable ordinances or other governmental restrictions and the determination of such requirements and the prompt compliance therewith will be the responsibility of Tenant.
 
4.4   CONTINUOUS OCCUPANCY:   Tenant agrees that it will keep its place of business in the Warehouse open continuously during the Term, and it will not cease operations in the Premises without the express written consent of Landlord unless prevented from doing so by reason of applicable ordinances or other acts of governmental authorities or by acts of God or conditions beyond the control of Tenant.
 
ARTICLE V: CONSTRUCTION, MAINTENANCE AND REPAIRS
 
5.1   TENANT’S DUTY TO REPAIR:   Except as provided in Paragraph 5.3 below, Tenant will have the following duties to repair:
 
(a)   Tenant shall keep and maintain in good order, condition and repair (including any such replacement and restoration as is required for that purpose) the Premises and every part thereof, including, but not limited to, the exterior and interior portion of all doors, door checks, windows, plate glass and store front; all plumbing and sewage facilities within the Premises including free flow up to the main sewer line; all fixtures; the heating and air conditioning and electrical systems (whether or not located in the Premises but nevertheless servicing the same); the sprinkler system; the walls, floors and ceilings; meters applicable to the Premises; all installations made by Tenant under the terms of this lease and any exhibits thereto, as herein provided; and any repairs required to be made in the Premises due to burglary of the Premises or other illegal entry into the Premises or any damage to the Premises caused by a strike involving the Tenant or its employees.  Any charges to furnish services to the Premises made by any utility company or municipality or alarm monitoring company shall be paid by Tenant within the time limit specified by each utility company.  Tenant will regularly water, mow, trim, fertilize and otherwise maintain the lawn, shrubs, plants, trees and other landscaping of the Premises and will prevent water pipes in the Premises from freezing.
 
(b)   Tenant shall keep and maintain the Premises in a clean, sanitary and safe condition and in accordance with all directions, rules and regulations of proper officials of the governmental agencies having jurisdiction, at the sole cost and expense of Tenant, and Tenant shall comply with all requirements of law, statute, ordinance or otherwise affecting the Premises and all appurtenances thereto.  If Tenant refuses or neglects to commence or complete repairs promptly and adequately, Landlord may, but will not be required to, make and complete said repairs and Tenant shall pay the cost thereof to Landlord as additional rent upon demand.
 
(c)   Tenant shall be responsible for, cleaning of the parking areas, driveways, sidewalks and approaches, including snow removal.  Tenant will repair all damage to parking areas, driveways, sidewalks and approaches caused by placement or movement of trash containers, truck trailer dollies, trucks, etc.  Tenant understands and agrees that no personal property shall be stored in the parking area or anyplace outside of the building without the prior written consent of Landlord.
 
(d)   Tenant shall keep the Premises free and clear of rodents, bugs and vermin, and Tenant . shall use, at its cost and at such intervals as Landlord shall reasonably require a reputable pest extermination contractor to provide extermination services in the Premises.
 
5.2   SURRENDER OF PREMISES:   At the termination of the Term, Tenant agrees to deliver the Premises in the same condition as received by it on the Commencement Date (subject to any renovations done by Landlord or Tenant in accordance with this lease and the removals hereinafter required), reasonable wear and tear excepted, and Tenant shall surrender all keys for the Premises to Landlord at the place then fixed for payment of rent and shall inform Landlord of all combination of locks, safes and vaults, if any, in the Premises.  Tenant shall have ten (10) days after the expiration of the Term to remove all of its trade fixtures and, to the extent required by Landlord by written notice, any other installations, alterations or improvements, before surrendering the Premises as aforesaid, repairing any damage to the Premises caused thereby.  Tenant’s obligation to observe or perform this covenant will survive the expiration or other termination of the lease.  Any items remaining in the Premises on the termination date of this lease shall be deemed abandoned for all purposes and shall become the property of Landlord, and as such, the Landlord may dispose of the same without liability of any type or nature.
 
5.3   LANDORD’S DUTY TO REPAIR:   Landlord shall keep and maintain the parking lot, sidewalk (not including cleaning and snow removal which is the responsibility of Tenant), foundation, exterior walls and roof of the building in which the Premises are located and the structural portions of the Premises (exclusive of doors, door frames, door checks, windows, and exclusive of window frames located or in exterior building walls), in good repair, except that Landlord has no obligation to make any such repairs caused by any act or negligence of Tenant or its agents, employees, invitees, licensees or contractors.  Furthermore, Landlord has no obligation to make any other improvements or repairs of any kind upon the Premises and appurtenances.  Any of the foregoing repairs required to be made by reason of the acts or negligence of Tenant, its agents, etc. as above described, will be the responsibility of Tenant notwithstanding the provisions contained in this.
 
5.4   TENANTS ALTERATIONS:
 
(a)   Tenant shall not alter the Premises (except for repairs as aforesaid) and shall not install any fixtures or equipment to be used in connection with Tenant’s business which affect the Premises in any unreasonable manner without first obtaining the written approval of Landlord to such fixtures and equipment and the Landlord’s approval of the manner in which said fixtures and equipment will be installed and located in the Premises.
 
(b)   No penetration into or through the roof or floor of the Premises may be made without Landlord’s prior written approval of such penetration and the method by which it is to be done.  If Landlord approves any such penetration, Landlord shall have the absolute right to select and/or supervise the contractor performing such penetration.  Tenant shall be liable for any damage caused by any such penetration, whether or not approved by Landlord.
 
5.5   MECHANIC’S LIENS:   If Tenant makes any alterations or improvements in the Premises, Tenant shall pay for same when made.  Nothing in the lease shall be construed to authorize Tenant or any person dealing with or under Tenant, to charge the rents of the Premises, or the property of which the Premises form a part, or the interest of Landlord in the estate of the Premises, or any person under and through whom Landlord has acquired its interest in the estate of the Premises, with a mechanic’s lien or encumbrance of any kind, and under no circumstances shall Tenant be construed to be the agent, employee or representative of Landlord in the making of any such alterations or improvements to the Premises but, on the contrary, the right or power to charge any lien, claim or encumbrance of any kind against Landlord’s rents or the Premises or said land is denied.  So long as the laws of Kansas provide for the filing of a statutory bond to eliminate the attachment of mechanic’s or materialmen’s liens to real estate, Tenant shall require that its contractor or itself take such steps as are provided by law for the filing of said statutory bond prior to the initiation of any construction.  If a mechanic’s or materialmen’s lien is threatened by any contractor or supplier, or in the event of the filing of a notice of any such lien, Tenant shall promptly pay same and take steps immediately to have same removed.  If same is not removed within ten (10) days from the date of written notice from Landlord, Landlord may at Landlord’s option pay the same or any portion thereof and the amounts so paid, including attorney’s fees and expenses connected therewith and interest at the rate of 10% per annum on any sums paid or advanced, will be deemed to be additional rent due from Tenant to Landlord and must be paid to Landlord immediately upon delivery of a bill to Tenant.  Tenant will indemnify and save harmless Landlord from and against all loss, claims, damages, costs or expenses suffered by Landlord by reason of any repairs, installations or improvements made by Tenant.
 
5.6   EMERGENCY LIGHTING:   In the event that any governmental regulations from time to time shall require emergency lighting to be installed in the Premises, the installation and the maintenance of the same, including providing of battery power, will be the responsibility of Tenant.
 
5.7   ROOF:   Tenant will not cause or permit accumulation of any debris or extraneous matter on the roof of the Premises, will not in any manner cut or drive nails into or otherwise mutilate the roof of the Premises, and will be responsible for any damage caused to the roof by any acts of Tenant, its agents, servants, employees or contractors of any type or nature.
 
ARTICLE VI:  INSURANCE
 
6.1   INDEMNIFICATION OF LANDLORD:   Tenant agrees hereby to protect, indemnify, defend and save harmless Landlord, its agents and servants, from and against any and all claims, actions, damages, suits, judgments, decrees, orders, liability and expenses (including costs and attorney fees) in connection with loss of life, bodily injury, personal injury and/or damage to property of whatever kind or character, howsoever caused, arising from or out of any occurrence in, upon or about the Premises, or in connection with the occupancy or use by Tenant of the Premises or any part thereof, or occasioned wholly or in part by any act or omission of Tenant, its agents, contractors, employees, servants, sublessees, invitees or concessionaires, notwithstanding any possible negligence (whether sole, concurrent or otherwise) on the part of Landlord, its agents, contractors, employees or servants.
 
6.2   NOTICE OF CLAIM OR SUIT:   Tenant agrees to promptly notify Landlord of any claim, action, proceeding or suit instituted or threatened against the Landlord.  In the event Landlord is made a party to any action for damages which Tenant has herewith indemnified Landlord against, then Tenant shall pay all costs and shall provide effective counsel in such litigation or shall pay, at Landlord’s option, the attorney fees and costs incurred in connection with said litigation by Landlord.
 
6.3   LIABILITY INSURANCE:   Tenant agrees to maintain at its expense at all times during the Term full liability insurance properly protecting and indemnifying Landlord and naming Landlord as additional insured in an amount not less than $1,000,000.00 per person and $1,000,000.00 per accident for injuries or damages to persons, and not less than $1,000,000.00 damage or destruction of property, written by insurers licensed to do business in the State of Kansas.  Tenant shall deliver to Landlord certificates of such insurance, which must declare that the respective insurer may not cancel the same in whole or in part without giving Landlord written notice of its intention so to do at least ten (10) days in advance.
 
6.4   FAILURE TO PROCURE INSURANCE:   In the event Tenant fails to procure insurance required under this Article VI and fails to maintain the same in force continuously during the Term, Landlord may procure the same and if it does so, Tenant shall immediately reimburse Landlord for such premium expense.
 
6.5   INCREASE IN FIRE INSURANCE PREMIUM:   Tenant will not keep upon the Premises any articles or goods which may be prohibited by the standard form of fire insurance policy.  In the event the insurance rates applicable to fire and extended coverage insurance covering the Premises is increased by reason of any use of the Premises made by the Tenant, then Tenant shall pay to Landlord such increase in insurance as occasioned by said use.
 
6.6   PROPERTY OF TENANT:   Tenant agrees that all property owned by it in, on or about the Premises will be at its sole risk and hazard.  Landlord is not liable or responsible for any loss of or damage to Tenant, or anyone claiming under or through Tenant, or otherwise, whether caused by or resulting from a peril required to be insured hereunder, or from water, steam, gas, leakage, plumbing, electricity or electrical apparatus, pipe or apparatus of any kind, the elements or other similar or dissimilar causes, and whether or not originating in the Premises or elsewhere, irrespective of whether or not Landlord may be deemed to have been negligent with respect thereto, and provided such damage or loss is not the result of an intentional and willful wrongful act of Landlord.
 
6.7   PROPERTY OF LANDLORD:
 
(a)   Tenant shall have use of the bridge cranes and Tenant shall accept such bridge cranes and cable lifts in their “as is” condition.  Landlord shall have no obligation to make repairs to the bridge cranes either at delivery of the Premises or during the lease term.  All maintenance and repair of the bridge cranes shall be Tenant’s responsibility and such bridge cranes shall be returned to Landlord at the end of the lease term in as good condition as at the beginning of the lease term, ordinary wear and tear excepted.  Tenant shall have the option of upgrading the bridge cranes during the term of this Lease.  If Tenant makes capital improvements to the bridge cranes of at least Thirty-Eight Thousand Dollars ($38,000.00), Landlord will contribute Ten Thousand Dollars ($10,000.00) to the cost of the upgrades upon the presentation of paid invoices to Landlord.
 
(b)   Tenant shall have use of the air compressor with related equipment and Tenant shall accept such air compressor in “as is” condition.  Landlord shall have no obligation to make repairs to the air compressor and equipment either at delivery of the Premises or during the Lease Term.  All maintenance and repair of the air compressor and equipment shall be Tenant’s responsibility and such air compressor and equipment shall be returned to Landlord at the end of the Lease Term in as good condition as at the beginning of the Lease Term, ordinary wear and tear excepted.
 
6.8   WAIVER OF SUBROGATION:   If any property owned by Tenant and located in the Premises is damaged or destroyed by an insured peril, Landlord will have no liability to Tenant, nor to any insurer of Tenant, for or in respect of such damage or destruction, and Tenant must require all policies of risk insurance carried by it on its property in the Premises to contain or be endorsed with a provision in and by which the insurer designated therein waives its right of subrogation against Landlord.
 
6.9   WASTE OR NUISANCE:   Tenant shall not commit nor suffer to be committed any waste upon the Premises or any nuisance or other act or thing which may disturb the quiet enjoyment of any other tenant in the building in which the Premises may be located or in the Shopping Center, or which may disturb the quiet enjoyment of occupants of adjoining properties.
 
6.10   GOVERNMENTAL AND INSURANCE REQUIREMENTS:   Tenant shall, at its sole cost and expense, comply with all of the requirements of any insurance carrier for the Premises or the Shopping Center and with all laws, regulations, ordinances, rules, codes and requirements of all county, municipal, state, federal and other applicable governmental authorities, now in force or which may hereafter be in force.
 
6.11   HAZARDOUS SUBSTANCES:   Tenant covenants and warrants that Tenant, Tenant’s Work and any alterations thereto and Tenant’s use of Premises will at all times comply with and conform to all laws, statues, ordinances, rules and regulations of all governmental, quasi-governmental or regulatory authorities (“Laws”) having jurisdiction over Landlord, Tenant or the Premises which relate to the transportation, storage, placement, handling, treatment, discharge, generation, production or disposal (collectively “Treatment”) of any waste, petroleum product, waste products, radioactive waste, polychlorinated biphenyls, asbestos, hazardous materials of any kind, and any substance which is regulated by any law, statute ordinance, rule or regulation (collectively “Waste”).  Tenant further covenants and warrants that it will not engage in or permit any person or entity to engage in any Treatment of any Waste on or which affects the Premises.
 
6.12   AMERICANS WITH DISABILITIES ACT (“ADA”):   Tenant, at Tenant’s expense, shall comply with all laws, rules, orders, ordinances, directions, regulations and requirements of federal, state, county and municipal authorities now in force or which may hereafter be in force, which shall impose any duty upon Landlord or Tenant with respect to the use, occupation or alteration of the Premises including, without limitation, the Americans With Disabilities Act.
 
ARTICLE VII:  FIRE OR OTHER CASUALTY
 
7.1   PARTIAL DESTRUCTION:   In the event of any partial destruction of the building or improvements located on the Premises by fire or any other casualty, Landlord must restore or repair said building and improvements with reasonable diligence.  Landlord shall expend such sums as required to repair or restore improvements to the condition they were in immediately prior to the date of the destruction.  A just and proportionate part of the rent payable by Tenant to the extent that such damage or destruction renders the Premises unfit for Tenant’s use shall abate from the date of such damage or destruction until such building or improvements are repaired or restored.
 
7.2   SUBSTANTIAL DESTRUCTION:   If the Premises are damaged by fire or other casualty or happening as to be   substantially destroyed, which the parties agree to mean that the entire Premises has been rendered untenantable, then each of Landlord and Tenant has an option to terminate this lease by giving the other party written notice within thirty (30) days after such destruction, and any unearned rent will be apportioned and returned to Tenant.  If either party does not elect to cancel this lease as aforesaid, then the same will remain in full force and effect and Landlord must proceed with all reasonable diligence to repair and replace the Premises   to the condition they were in prior to the date of such destruction, and during the time said Premises are so destroyed and totally untenantable, the rent will be abated.
 
ARTICLE VIII:  ASSIGNMENT AND SUBLETTING
 
8.1   TENANT ASSIGNMENT:   Tenant shall not assign, transfer or encumber this lease without written consent of Landlord and shall not sublet or allow any other tenant to come in with or under Tenant without like written consent.  Consent of Landlord to one assignment or subletting of the Premises does not constitute a waiver of Landlord’s rights hereunder.  In no event may Tenant assign or sublet the Premises or any portion thereof for any use which will violate the exclusive use rights granted to any other tenant in the Shopping Center.  Any assignment or subletting, notwithstanding the consent of Landlord, shall not in any manner release Tenant from its continued liability for the performance of the provisions herein and any amendments or modifications.  The acceptance of any rental payments by Landlord from any alleged assignee does not constitute approval of the assignment of this lease by Landlord.
 
8.2   MINIMUM SUBLEASE RENTALS:   Notwithstanding that Landlord may consent thereto, in the event of any assignment or subletting, the rental that is due from the sublessee or assignee (and that will continue to be due from Tenant as provided) will not be less than the aggregate of all annual sums paid by Tenant in the year immediately prior to the date of said assignment or subletting, including variable additional rents that may have become due hereunder, payable at the rate of 1/12th of the aggregate of said sums on the first day of each month in advance.
 
8.3   BANKRUPTCY, ETC.:   Neither this lease nor any interest herein, nor any estate created hereby, will pass to any trustee or receiver in bankruptcy or to any other receiver or assignee for the benefit of creditors or otherwise by operation of law.  In the event of bankruptcy or assignment for the benefit of creditors, Landlord may retain the security deposit and be deemed a secured creditor as to the next six (6) months’ rental to the extent permitted by applicable federal or state laws unless a tenant paying at least the amount due from Tenant is procured in said period.  As to any additional loss of rent, Landlord may file as a general creditor.
 
8.4   NOTICE OF CONTEMPLATED ASSIGNMENT:   In the event Tenant desires to assign, transfer or sublet Premises to any other person or entity, or in the event that Tenant is an entity and elects to transfer control of said entity pursuant to a sale of its equity interest by its principal owners, then Tenant must notify Landlord in writing of such intention and furnish Landlord with information as to the contemplated successor.  Landlord will have twenty (20) days after receipt of such information and supporting data to adopt one of the following alternatives:
 
(a)   Landlord may approve the proposed assignment, transfer or subletting (or stock sale or transfer where applicable), in which case Tenant will continue to be liable, together with the assignee or successor, for the fulfillment of all of Tenant’s obligations for the remainder of the applicable Term;
 
(b)   Landlord may disapprove the same, in which case the lease will continue in full force and effect with Tenant continuing to occupy the Premises under the terms hereof; or
 
(c)   Landlord may elect to cancel the lease by written notice to Tenant specifying the date of such cancellation, whereupon Tenant shall pay rental and other charges to the date of such cancellation and vacate Premises on the said date; thereafter, the parties will have no further obligations under this lease to the other.
 
ARTICLE IX:  DEFAULT AND RE-ENTRY
 
9.1   TENANTS DEFAULT:   Failure on the part of Tenant to pay rent when it becomes due, unless such failure is cured within ten (10) days, will constitute a default under this lease.  In addition, failure of Tenant to promptly and faithfully keep and perform every covenant, condition, agreement and obligation of the lease other than payment of rent, unless such failure is cured within any period of time following notice expressly provided in other Articles hereof, or otherwise within a reasonable time, but in no event more than twenty (20) days following written notice, will constitute a default and, at the option of Landlord, cause the forfeiture of this lease without releasing Tenant from liability as hereinafter provided, and if such default is not corrected within the applicable period, possession of the Premises and all improvements thereon shall be delivered to Landlord and thereupon Landlord shall be entitled to and may take immediate possession of the Premises, any other notice or demand being hereby waived.  Tenant agrees to quit and deliver possession of the Premises to Landlord or Landlord’s assigns, successors or agents, when this lease terminates by limitation or forfeiture, and Tenant agrees that the Premises wilt be in substantially the same order and in as good condition as received, except for normal wear and use and subject to renovations and removals as described in Paragraph 5.2 above.
 
9.2   TENANT’S OBLIGATION:   Tenant covenants that any forfeiture, annulment or voidance of this lease will not relieve Tenant from the obligation to make the monthly payments of rent.  In case of default of Tenant, Landlord may relet the Premises as the agent for and in the name of Tenant, at any rental readily acceptable, applying the proceeds first to the payment of such rent as same becomes due, and toward the fulfillment of the other covenants and agreements of Tenant herein contained, and the balance, if any will be paid to Tenant, and the Tenant hereby agrees that if Landlord recovers or takes possession of said Premises as aforesaid, and is unable to relet and rent the same so as to realize a sum equal to the rent hereby reserved, Tenant shall pay to Landlord any loss or difference of rent for the remainder of the applicable Term.
 
(a)   Landlord may re-enter the Premises to assume and take possession of the whole or any part thereof and to remove all persons or personal property by direct or summary action, or in a different type of suit or proceeding, by force or otherwise, without being deemed guilty of trespass or other actionable wrong by reason thereof, and without being liable for the damages therefore or in connection therewith and, after demand made therefore, Tenant or anyone in possession claiming under Tenant will be deemed guilty of unlawful detainer and subject to such summary or other action as may be provided by law; and
 
(b)   Landlord, irrespective of the date on which its right of re-entry accrued or has been exercised, may, without notice to or demand upon Tenant or any other person, whether for rent or possession or otherwise, forfeit this lease and terminate the estate of Tenant hereby created.
 
(c)   In any and every event, Landlord will not be deemed to have accepted any surrender of the Premises or of the leasehold estate created hereby from Tenant or anyone acting on Tenant’s behalf, unless Landlord by an agreement in writing declares explicitly that it intends thereby to affect acceptance of the surrender and to release Tenant from liability.
 
9.3   LEGAL REMEDIES:   Notwithstanding the provisions of this lease, the parties agree that the remedies provided for herein in the event of default on the part of Tenant are in addition to and not in lieu of any other remedies or relief made available to the Tenant under the laws of the state in which the premises are located, which latter remedies or relief shall be likewise available to Landlord in the event of a breach of any of the terms of this lease.
 
9.4   ATTORNEYS’ FEES:   In the event that Landlord must engage legal counsel for the enforcement of any of the terms of this lease, whether such engagement requires initiation of suit or other legal services required to secure compliance on the part of Tenant, Tenant will be responsible for and shall promptly pay to Landlord the reasonable value of said attorneys’ fees.
 
ARTICLE X:  EMINENT DOMAIN
 
10.1   PARTIAL TAKING:   If a portion of the Premises is taken as herein provided for public improvements or otherwise under the exercise of the right of eminent domain, and the Premises continue to be reasonably suitable for the use which is herein authorized, then the rental herein provided will be reduced from the date of such taking in direct proportion to the reduction in usefulness of the Premises.
 
10.2   SUBSTANTIAL TAKING:   If the real estate hereby leased or a part thereof sufficient to render the Premises wholly unfit for the use herein authorized is condemned or acquired by grant or otherwise, for the widening of streets or for other public improvements, or is otherwise taken in the exercise of the right of eminent domain, Tenant will have the right, at Tenant’s sole option, to terminate and cancel this lease on thirty (30) days written notice to Landlord and, under this Article XI, Tenant will be liable only for rents and other charges accrued and earned to the date of surrender of possession of the Premises to Landlord and for the performance of other obligations maturing prior to said date.
 
10.3   AWARD:   Tenant will not be entitled to participate or receive any part of the damages or award which may be paid to or awarded Landlord by reason of a taking under this Article XI except where said award provides for moving or other reimbursable expenses for Tenant under applicable statute, in which event the latter sum must be given to Tenant.
 
ARTICLE XI:  GENERAL PROVISIONS
 
11.1   QUIET ENJOYMENT:   Landlord agrees that if the rent is being paid in the manner and at the time prescribed, and the covenants and obligations of Tenant being all and singular kept, fulfilled and performed, then Tenant will lawfully and peaceably have, possess, use and occupy and enjoy the Premises so long as this lease remains in force, without hindrance, disturbance or molestation from Landlord, subject to the specific provisions of this lease.
 
11.2   WAIVER:   Waiver by Landlord of any default, breach or failure of Tenant under this lease will not be construed as a waiver of any subsequent or different default, breach or failure.  In case of a breach by Tenant of any of the covenants or undertakings of Tenant, Landlord nevertheless may accept from Tenant any payment or payments hereunder without in any way waiving Landlord’s right to exercise the right of re-entry hereinbefore provided for by reason of any other breach or lapse which was in existence at the time such payment or payments were accepted by Landlord.
 
11.3   TRADE FIXTURES:   At the expiration of this lease or renewal thereof and provided Tenant is not in default, Tenant may remove any trade fixtures installed by Tenant on the Premises, repairing any damage to the Premises caused by such removal.  Notwithstanding the foregoing, Landlord will have a lien upon said fixtures, or any additions thereto, during the Term as security for the faithful performance by Tenant of the conditions required of it.
 
11.4   SUBORDINATION:   The rights of Tenant under this Lease shall be subject and subordinated to all instruments executed and to be executed in connection with the exercise of any such rights, including, but not limited to, the lien of any mortgage, deed of trust, or security agreement now or hereafter placed upon Landlord’s interest in the Premises; provided such mortgage, deed of trust or security agreement provides that in the event of foreclosure, the rights of Tenant under this Lease will not be disturbed and will continue in full force and effect as long as Tenant is not in default beyond any applicable cure period. This paragraph shall be self-operative. However, Tenant covenants and agrees to execute and deliver upon demand such further instruments subordinating this Lease to the lien of any such mortgage, deed of trust or security agreement as shall be requested by the Landlord and/or mortgagee or proposed mortgagee or holder of any security agreement.
 
11.5   NOTICES:   All notices by either party to the other must be made by depositing such notice in the certified mail of the United States of America, and such notice will be deemed to have been served on the date of such depositing in the Certified Mail unless otherwise provided. All notices to the Landlord must be made at 4901 Wornall Road, Suite #10, Kansas City, Missouri 64112 or at such other address as Landlord may from time to time designate in writing to Tenant, and all notices to Tenant must be made at 540 E. 56 Highway, Olathe, Kansas 66061 or at such other address as Tenant may from time to time designate in writing to Landlord.
 
11.6   RECORDING:   Tenant upon request of Landlord shall join in the execution of a memorandum of this lease for the purpose of recordation.  Such memorandum will describe the parties, Premises and the terms of this lease, and it will incorporate this lease by reference and include such other portions which Landlord deems appropriate to effectuate the purpose of such recordation. The said memorandum will be in substantially the form set forth in Exhibit C attached hereto and incorporated herein by reference, or in such other similar form as may be required by Landlord’s lender, which memorandum may be recorded at the election of either party.
 
11.7   AMENDMENT:   Oral agreements in conflict with any of the terms of this lease will be without force and effect, all amendments to be in writing executed by the parties or their respective successors in interest.
 
11.8   DOCUMENTATION:
 
(a)   Upon the occurrence of a default entitling Landlord to exercise any of its rights granted under Article IX, then or at any time thereafter, Landlord will have the remedies of a secured party under the Uniform Commercial Code of Kansas, including, without limitation, the right to take possession of the Collateral, and for that purpose Landlord may enter upon the Premises and remove the Collateral or any part thereof therefrom.  Landlord must give Tenant at least five (5) days’ prior notice of any public sale of the Collateral or the date prior to which any private sale or any other intended disposition is to be made, and at any such sale, Landlord may purchase the Collateral.
 
11.9   HOLDING OVER:   Any holding over after the expiration of the Term with the consent of Landlord will be construed to be a tenancy from month-to-month at the terms herein specified.
 
11.10   NO PARTNERSHIP:   Landlord is not, and will not in any way or purpose become, a partner or joint venturer with Tenant in the conduct of Tenant’s business.
 
11.11   PARTIAL INVALIDITY:   If any term or condition of this lease or the application thereof to any person or event is determined to any extent to be invalid and unenforceable, the remainder of this lease in the application of such term, covenant or condition to persons or events other than those to which it is held invalid or unenforceable will not be affected, and each term, covenant and condition of this lease will be valid and enforced to the fullest extent permitted by law.
 
11.12   SUCCESSORS:   The provisions, covenants and conditions of this lease will bind and inure to the benefit of the legal representatives, successors and assigns of each of the parties, except that no assignment or subletting by Tenant without the written consent of Landlord will vest any right in the assignee or sublessee of Tenant.
 
11.13   GUARANTORS:   This Lease shall not be effective unless the persons, if any, listed as Tenant or who are the principals of Tenant or as Guarantors hereof shall execute the Guaranty attached as Exhibit E of this Lease.
 
11.14   JURY TRIAL; CLAIMS; SURVIVAL:   To the extent permitted by applicable law, and acknowledging that the consequences of said waiver are fully understood, Tenant hereby expressly waives the right to trial by jury in any action taken with respect to this Lease and waives the right to interpose any set-off or counterclaim of any nature or description in any action or proceeding instituted against Tenant pursuant to this Lease.  Notwithstanding anything in this Lease to the contrary, the representations and undertakings of Tenant under this Lease shall survive the expiration or termination of this Lease regardless of the means of such expiration or termination.
 
ARTICLE XII:  MISCELLANEOUS
 
12.1   LATE CHARGE:   In the event that base rent or any other amounts due have not been paid within ten (10) days after they become due, Tenant hereby agrees to pay a late charge of five percent (5%) of the amount due that is delinquent as additional rent.
 
12.2   FIRST RIGHT OF REFUSAL:   Tenant will have the first right of refusal to renew this Lease when it expires at the then current market rate market rate for a period of not less than two (2) years nor more than five (5) years provided Tenant notifies Landlord One Hundred and Eighty (180) days prior to the expiration of the Lease of Tenant’s desire to renew.
 
12.3   ESTOPPEL STATEMENTS:   Tenant shall within twenty (20) days following receipt of a written request from Landlord execute an estoppel setting forth with particularities those items requested including, without limitation, Tenant’s acceptance of the Premises.
