1) Basis of Presentation

 

The accompanying consolidated financial statements, except for the February 26, 2005 consolidated balance sheet, have been prepared without audit.  In the opinion of management, the accompanying consolidated financial statements contain all adjustments (consisting of only normal recurring accruals and elimination of intercompany balances and transactions) necessary to present fairly the financial position of Bed Bath & Beyond Inc. and subsidiaries (the “Company”) as of August 27, 2005 and February 26, 2005 and the results of its operations for the three months and six months ended August 27, 2005 and August 28, 2004, respectively, and its cash flows for the six months ended August 27, 2005 and August 28, 2004, respectively.

 

The accompanying unaudited consolidated financial statements are presented in accordance with the requirements for Form 10-Q and consequently do not include all the disclosures normally required by U.S. generally accepted accounting principles.  Reference should be made to Bed Bath & Beyond Inc.’s Annual Report on Form 10-K for the fiscal year ended February 26, 2005 for additional disclosures, including a summary of the Company’s significant accounting policies.

 

The Company exhibits less seasonality than many other retail businesses, although sales levels are generally higher in August, November and December and generally lower in February and March.

 

Operating results of the Company on a quarterly basis may not be indicative of operating results for the full year.

 

Certain reclassifications have been made to the fiscal 2004 consolidated financial statements to conform to the fiscal 2005 consolidated financial statement presentation.

 

2) Recent Accounting Pronouncements

 

In March 2005, the Financial Accounting Standards Board (“FASB”) issued FASB Interpretation (“FIN”) No. 47, “Accounting for Conditional Asset Retirement Obligations.”  FIN No. 47 clarifies the term “conditional asset retirement obligation” as used in FASB Statement No. 143, “Accounting for Asset Retirement Obligations.”  This interpretation requires companies to recognize a liability for the fair value of a legal obligation to perform asset-retirement activities that are conditional on a future event if the amount can be reasonably estimated.  FIN No. 47 also clarifies when an entity would have sufficient information to reasonably estimate the fair value of an asset retirement obligation.  FIN No. 47 is effective no later than the end of fiscal years ending after December 15, 2005. The Company does not believe that the adoption of FIN No. 47 will have a material impact on the Company’s consolidated financial statements.

 

In November 2004, the FASB issued Statement of Financial Accounting Standards (“SFAS”) No. 151, “Inventory Costs, an Amendment of ARB No. 43, Chapter 4.”  SFAS No. 151 amends the guidance to clarify that abnormal amounts of idle facility expense, freight, handling costs, and wasted materials should be recognized as current period charges.  In addition, SFAS No. 151

requires that allocation of fixed production overhead to the costs of conversions be based on the normal capacity of the production facilities.  The statement is effective for inventory costs incurred during fiscal years beginning after June 15, 2005.  The Company does not believe that the adoption of SFAS No. 151 will have a material impact on the Company’s consolidated financial statements.

 

3) Stock-Based Compensation

 

The FASB issued Statement of Financial Accounting Standards No. 123 (revised 2004), “Share-Based Payment” (“SFAS No. 123R”) which requires companies to measure all employee stock-based compensation awards using a fair value method and record such expense in its consolidated financial statements.  In addition, the adoption of SFAS No. 123R requires additional accounting and disclosure related to income tax and cash flow effects resulting from share-based payment arrangements. The Securities and Exchange Commission (“SEC”) delayed the effective date of adoption for SFAS No. 123R to the beginning of the first annual reporting period after June 15, 2005.  Per SFAS No. 123R, early adoption is encouraged.  The Company adopted SFAS No. 123R effective August 28, 2005 (“the date of adoption”), the beginning of its third quarter of fiscal 2005, the year ending February 25, 2006.

 

In anticipation of adopting SFAS No. 123R, the Company revised its overall approach to compensation for its employees, including stock-based compensation. As a result, awards consisting of a combination of restricted stock and stock options were granted to executive officers and other executives during the fiscal first half of 2005.  The restricted stock granted to these executives is subject to performance criteria as well as time based vesting.  Additionally, awards consisting solely of restricted stock were granted to the Company’s other employees who traditionally have received solely stock options.  The restricted stock granted to these employees is subject only to time based vesting.  All awards generally vest in five equal annual installments beginning one to three years from the date of grant.

 

Prior to the fiscal third quarter of 2005, the Company elected not to adopt the fair value based method of accounting for its stock-based compensation plans and applied the provisions of Accounting Principles Board Opinion (“APB”) No. 25, “Accounting for Stock Issued to Employees,” as permitted under SFAS No. 148, “Accounting for Stock-Based Compensation – Transition and Disclosure – an amendment of FASB Statement No. 123.” Accordingly, during the fiscal first half of 2005 which ended on August 27, 2005, the Company recognized compensation expense for restricted stock awards, but not for stock options. Compensation expense for restricted stock awards is recognized over the service period.  The Company has complied with the disclosure requirements of SFAS No. 148.

The Company adopted SFAS No. 123R under the modified prospective application.  Under this application, the Company records compensation expense for all awards granted on or after the date of adoption and for the portion of previously granted awards that remain unvested at the date of adoption. The Company currently estimates the impact of recording stock-based compensation expense, which includes the expense of stock options in the third and fourth quarters and restricted stock awards from the date of grant, will be approximately $0.05 per share for fiscal 2005.

 

4) Earnings Per Share

 

The Company presents earnings per share on a basic and diluted basis.  Basic earnings per share has been computed by dividing net earnings by the weighted average number of shares outstanding.  Diluted earnings per share has been computed by dividing net earnings by the weighted average number of shares outstanding including the dilutive effect of stock-based awards.

 

Options for which the exercise price was greater than the average market price of common shares for the three months and six months ended August 27, 2005 and August 28, 2004 were not included in the computation of diluted earnings per share as the effect would be anti-dilutive. These consisted of options totaling approximately 89,000 and 4,176,000 shares for the three months and approximately 2,365,000 and 3,434,000 shares for the six months ended August 27, 2005 and August 28, 2004, respectively.

5) Lines of Credit

 

The Company maintains two uncommitted lines of credit of $100 million and $75 million, with expiration dates of September 3, 2006 and February 28, 2006, respectively.  These uncommitted lines of credit are currently, and are expected to be, used for letters of credit in the ordinary course of business.  As of August 27, 2005, the Company did not have any direct borrowings under the uncommitted lines of credit.

 

6) Supplemental Cash Flow Information

 

The Company paid income taxes of $159.3 million and $99.1 million in the first six months of fiscal 2005 and 2004, respectively.

ITEM 2. MANAGEMENT’S DISCUSSION AND ANALYSIS OF FINANCIAL CONDITION AND RESULTS OF OPERATIONS

 

Overview

 

Bed Bath & Beyond Inc. and subsidiaries (the “Company”) operate specialty retail stores nationwide, including stores of Bed Bath & Beyond (“BBB”), Harmon Stores, Inc. (“Harmon”) and Christmas Tree Shops, Inc. (“CTS”), primarily selling better quality domestics merchandise and home furnishings. The Company’s objective is to be a customer’s first choice for products and services in the categories offered, in the markets in which the Company operates.

 

The Company’s strategy is to achieve this objective through excellent customer service, an extensive breadth and depth of assortment, everyday low prices, introduction of new merchandising offerings and development of our infrastructure.

 

Operating in the highly competitive retail industry, the Company, along with other retail companies, is influenced by a number of factors including but not limited to, general economic conditions, consumer preferences and spending habits, competition from existing and potential competitors, unusual weather patterns and the ability to find suitable locations at acceptable occupancy costs to support the Company’s expansion program.

 

For the three and six months ended August 27, 2005, the Company’s consolidated net sales increased by 12.3% and 12.7%, respectively, as compared to the corresponding periods last year.  These increases in net sales were primarily attributable to the continuing BBB store expansion program and an increase in comparable store sales.  Comparable store sales for the fiscal three and six months of 2005 increased by approximately 4.5% and 4.4%, respectively, as compared with an increase of approximately 4.8% and 4.9% for the comparable periods last year.  The increases in comparable store sales reflected a number of factors, including but not limited to, the continued consumer acceptance of the Company’s merchandise offerings and a strong focus on customer service with an emphasis on responding to customer feedback.

 

A store is considered a comparable store when it has been open for twelve full months following its grand opening period (typically four to six weeks).  Stores relocated or expanded are excluded from comparable store sales if the change in square footage would cause meaningful disparity in sales over the prior period.  In the case of a store to be closed, such store’s sales are not considered comparable once the store closing process has commenced.

 

For the three and six months ended August 27, 2005, the Company’s consolidated net earnings increased by 17.8% and 18.9%, respectively, as compared to the corresponding periods last year.  These increases were primarily a result of relative increases in gross profit as a percentage of net sales.

Results of Operations

 

Net Sales

 

Net sales for the three months ended August 27, 2005 were approximately $1.431 billion, an increase of $157.2 million or approximately 12.3% over net sales of approximately $1.274 billion for the corresponding quarter last year.  For the six months ended August 27, 2005, net sales were approximately $2.676 billion, an increase of $300.7 million or approximately 12.7% over net sales of approximately $2.375 billion for the corresponding six months of last year.

 

Approximately 64.5% and 65.5% of the increase in net sales for the three and six months ended August 27, 2005, respectively, was attributable to an increase in the Company’s new store sales with the balance of the increase primarily attributable to the increase in comparable store sales.  The increase in comparable store sales for the fiscal three and six months of 2005 was 4.5% and 4.4%,  respectively, as compared with an increase of approximately 4.8% and 4.9% for the comparable periods last year.  As of the beginning of the fiscal third quarter of 2004, CTS is included in the calculation of comparable store sales. The increases in comparable store sales were due to a number of factors, including but not limited to, the continued consumer acceptance of the Company’s merchandise offerings and a strong focus on customer service with an emphasis on responding to customer feedback.

 

Sales of domestics merchandise and home furnishings for the Company accounted for approximately 49% and 51% of net sales, respectively, for both the three and six months ended August 27, 2005.  The sales of domestics merchandise and home furnishings accounted for approximately 52% and 48% of net sales, respectively, for the three months ended August 28, 2004 and approximately 51% and 49% of net sales, respectively, for the six months ended August 28, 2004.

 

Gross Profit

 

Gross profit for the three and six months ended August 27, 2005 was $601.8 million and $1.123 billion, or 42.1% and 42.0% of net sales, respectively.  Gross profit for the three and six months ended August 28, 2004 was $530.8 million and $987.6 million, or 41.7% and 41.6% of net sales, respectively.  The increase in gross profit as a percentage of net sales for the three and six months ended August 27, 2005 was driven primarily by the reduction of inventory acquisition costs attributable to the Company’s current merchandise offerings.

 

Selling, General and Administrative Expenses

 

Selling, general and administrative expenses (“SG&A”) for the three and six months ended August 27, 2005 was $383.9 million and $753.8 million, or 26.8% and 28.2% of net sales, respectively.  SG&A for the three and six months ended August 28, 2004 was $341.7 million and $669.8 million, or 26.8% and 28.2% of net sales, respectively.   SG&A as a percentage of net sales were the same for the three and six months ended August 27, 2005 and August 28, 2004. Increased expenses due to payroll and payroll related items (caused in part by additional store payroll hours incurred for certain store remodels and restricted share expense in conjunction with changes to the Company’s overall compensation plan), rent and lease expense (including changes required by recent accounting

clarifications as issued by the Office of the Chief Accountant of the SEC) and advertising expenses were offset by reduced litigation expense (due to a reduction of estimated amounts required for outstanding litigation) and insurance expenses.

 

Operating Profit

 

Operating profit for the three months ended August 27, 2005 increased to $217.9 million, compared to $189.1 million during the comparable period in 2004.  For the six months ended August 27, 2005 operating profit increased to $368.8 million compared to $317.8 million during the comparable period in 2004.  The improvements in operating profit were a result of the increases in net sales, and gross profit as a percentage of net sales, as discussed above.

 

Interest Income

 

Interest income was $8.0 million and $15.1 million for the fiscal three and six month periods of 2005, respectively, compared to $3.7 million and $6.8 million for the corresponding periods last year.  Interest income increased due to an increase in the Company’s average investment interest rate as a result of the recent upward trend in short term interest rates and an increase in invested cash, which was partially reduced by the Company’s $350 million share repurchase program in the fourth quarter of fiscal 2004.

 

Income Taxes

 

The effective tax rate was 37.40% for the fiscal three and six month periods of 2005 and 37.75% for the fiscal three and six month periods of 2004.  The decrease is due to a reduction in the weighted average effective tax rate resulting from a change in the mix of the business within the taxable jurisdictions in which the Company operates.

 

Net Earnings

 

As a result of the factors described above, net earnings increased to $141.4 million for the fiscal three month period of 2005 and $240.3 million for the fiscal six month period of 2005, compared with $120.0 million for the fiscal three month period of 2004 and $202.1 million for the fiscal six month period of 2004.

 

Expansion Program

 

The Company is engaged in an ongoing expansion program involving the opening of new stores in both new and existing markets and the expansion or relocation of existing stores. As a result of this program, the Company operated 686 BBB stores, 27 CTS stores and 36 Harmon stores at the end of the fiscal second quarter of 2005, compared with 606 BBB stores, 24 CTS stores and 31 Harmon stores at the end of the corresponding quarter last year.  At August 27, 2005, Company-wide total square footage was approximately 23.7 million square feet.

 

The Company opened 15 BBB stores during the second quarter of fiscal 2005 which brought the total to 26 BBB stores opened in the first half of 2005.  The Company expects the number of new BBB stores for all of fiscal 2005 to be in the low eighties, including the 26 stores opened in the fiscal

first half of 2005. Additionally, the Company expects to open two CTS and three Harmon stores by the end of the fiscal year.

 

Liquidity and Capital Resources

 

Net cash provided by operating activities for the six months ended August 27, 2005 was $246.5 million as compared with $243.6 million in the corresponding period of fiscal 2004.  The increase in net cash provided by operating activities was primarily attributable to an increase in net income, the timing of certain liability payments, an increase in the tax benefit received from the exercise of stock options, and an increase in deferred rent and other liabilities, mostly offset by an increase in merchandise inventories (primarily a result of new store space) and a decrease in income taxes payable.

 

Inventory per square foot was $52.23 as of August 27, 2005 and $49.42 as of August 28, 2004.  The Company continues to focus on optimizing inventory productivity while maintaining appropriate in-store merchandise levels to support sales growth.

 

Net cash used in investing activities for the six months ended August 27, 2005 was $192.9 million as compared with $245.1 million in the corresponding period of fiscal 2004.  The decrease in net cash used in investing activities was attributable to a decrease in purchases of investment securities partially offset by a decrease in redemptions of investment securities and an increase in capital expenditures.  The increase in capital expenditures was primarily attributable to expenditures for furniture, fixtures and leasehold improvements for the 26 new BBB stores opened and stores under construction during the first six months of fiscal 2005, a warehouse facility expansion and information technology enhancements, compared to expenditures for furniture, fixtures and leasehold improvements for the 31 new BBB stores opened and stores under construction and information technology enhancements in the corresponding period last year.

 

Net cash provided by financing activities for the six months ended August 27, 2005 was $20.7 million as compared with $2.0 million in the corresponding period of 2004.  The increase in net cash provided by financing activities is attributable to an increase in proceeds from the exercise of stock options in the current year.

 

For fiscal 2005, the Company believes that its current operating cash flow, working capital, and cash and cash equivalents on hand should be sufficient to meet its obligations in the ordinary course of business, including capital expenditures and new store openings.

 

Seasonality

 

The Company exhibits less seasonality than many other retail businesses, although sales levels are generally higher in August, November and December and generally lower in February and March.

 

Recent Accounting Pronouncements

 

The FASB issued Statement of Financial Accounting Standards No. 123 (revised 2004), “Share-Based Payment” (“SFAS No. 123R”) which requires companies to measure all employee stock-based compensation awards using a fair value method and record such expense in its consolidated financial

statements.  In addition, the adoption of SFAS No. 123R requires additional accounting and disclosure related to income tax and cash flow effects resulting from share-based payment arrangements. The SEC delayed the effective date of adoption for SFAS No. 123R to the beginning of the first annual reporting period after June 15, 2005.  Per SFAS No. 123R, early adoption is encouraged.  The Company adopted SFAS No. 123R effective August 28, 2005 (“the date of adoption”), the beginning of its third quarter of fiscal 2005, the year ending February 25, 2006.

 

The Company adopted SFAS No. 123R under the modified prospective application.  Under this application, the Company records compensation expense for all awards granted on or after the date of adoption and for the portion of previously granted awards that remain unvested at the date of adoption. The Company currently estimates the impact of recording stock-based compensation expense, which includes the expense of stock options in the third and fourth quarters and restricted stock awards from the date of grant, will be approximately $0.05 per share for fiscal 2005.

 

Critical Accounting Policies

 

The preparation of consolidated financial statements in conformity with U.S. generally accepted accounting principles requires the Company to establish accounting policies and to make estimates and judgments that affect the reported amounts of assets and liabilities and disclosure of contingent assets and liabilities as of the date of the consolidated financial statements and the reported amounts of revenues and expenses during the reporting period. The Company bases its estimates on historical experience and on other assumptions that it believes to be relevant under the circumstances, the results of which form the basis for making judgments about the carrying value of assets and liabilities that are not readily apparent from other sources. In particular, judgment is used in areas such as the inventory valuation, impairment of long-lived assets, goodwill and other indefinitely lived intangible assets, income taxes and accruals for self insurance, litigation and store opening, expansion, relocation and closing costs. Actual results could differ from these estimates.

 

Inventory Valuation :  Merchandise inventories are stated at the lower of cost or market.  Inventory costs for BBB and Harmon are calculated using the retail inventory method and inventory cost for CTS is calculated using the first-in, first-out cost method.  Under the retail inventory method, the valuation of inventories at cost and the resulting gross margins are calculated by applying a cost-to-retail ratio to the retail value of inventories.

 

At any one time, inventories include items that have been written down to the Company’s best estimate of their realizable value.  Judgment is required in estimating realizable value and factors considered are the age of merchandise and anticipated demand.  Actual realizable value could differ materially from this estimate based upon future customer demand or economic conditions.

 

The Company estimates its reserve for shrinkage throughout the year, based on historical shrinkage.  Actual shrinkage is recorded at year-end based upon the results of the Company’s physical inventory count.  Historically, the Company’s shrinkage has not been volatile.

 

Impairment of Long-Lived Assets :  The Company reviews long-lived assets for impairment annually or when events or changes in circumstances indicate the carrying value of these assets may exceed their current fair values.  If it is determined that an impairment loss has occurred, the loss would be recognized during that period.  The impairment loss is calculated as the difference between asset

carrying values and the estimated future undiscounted cash flows.  The Company has not historically had any material impairment of long-lived assets.  In the future, if events or market conditions affect the estimated cash flows generated by the Company’s long-lived assets to the extent that an asset is impaired, the Company will adjust the carrying value of these assets in the period in which the impairment occurs.

 

Goodwill and Other Indefinitely Lived Intangible Assets :  The Company reviews goodwill and other intangibles that have indefinite lives for impairment annually or when events or changes in circumstances indicate the carrying value of these assets might exceed their current fair values.  Impairment testing is based upon the best information available including estimates of fair value which incorporate assumptions marketplace participants would use in making their estimates of fair value.  The Company has not historically recorded an impairment to its goodwill and other indefinitely lived intangible assets.  In the future, if events or market conditions affect the estimated fair value to the extent that an asset is impaired, the Company will adjust the carrying value of these assets in the period in which the impairment occurs.

 

Income Taxes : The Company accounts for its income taxes using the asset and liability method.  Deferred tax assets and liabilities are recognized for the future tax consequences attributable to the differences between the financial statement carrying amounts of existing assets and liabilities and their respective tax bases and operating loss and tax credit carryforwards. Deferred tax assets and liabilities are measured using enacted tax rates expected to apply to taxable income in the year in which those temporary differences are expected to be recovered or settled.  The effect on deferred tax assets and liabilities of a change in tax rates is recognized in earnings in the period that includes the enactment date.

 

Judgment is required in determining the provision for income taxes and related accruals, deferred tax assets and liabilities.  In the ordinary course of business, there are transactions and calculations where the ultimate tax outcome is uncertain.  Additionally, the Company’s tax returns are subject to audit by various tax authorities.  Although the Company believes that its estimates are reasonable, actual results could differ from these estimates.

 

Self Insurance :  The Company utilizes a combination of insurance and self insurance for a number of risks including workers compensation, general liability, automobile liability and employee related health care benefits (a portion of which is paid by its employees). Liabilities associated with the risks that the Company retains are estimated by considering historical claims experience, demographic factors, severity factors and other actuarial assumptions.  Although the Company’s claims experience has not displayed substantial volatility in the past, actual experience could materially vary from its historical experience in the future.  Factors that affect these estimates include but are not limited to: inflation, the number and severity of claims and regulatory changes.  In the future, if the Company concludes an adjustment to self insurance accruals is required, the liability will be adjusted accordingly.

 

Litigation :  The Company records an estimated liability related to various claims and legal actions arising in the ordinary course of business which is based on available information and advice from outside counsel, where appropriate.  As additional information becomes available, the Company reassesses the potential liability related to its pending litigation and revises its estimates as appropriate. The Company cannot predict the nature and validity of claims which could be asserted

in the future, and future claims could have a material impact on its earnings.

 

Store Opening, Expansion, Relocation and Closing Costs :  Store opening, expansion, relocation and closing costs, including markdowns, asset residual values and projected occupancy costs, are charged to earnings as incurred.

1.  Option Grant .  The Company grants you an option (the “Option”) to purchase up to «Shares» shares of the Company’s Common Stock at a price of $«Price» per share.  The Option is not exercisable now but becomes exercisable in installments, which are cumulative, so that «Vesting   »% of the number of shares originally subject to the Option will vest and become exercisable on each of the dates described on the Vesting Schedule below.

4.  Termination .  The Option terminates on the eighth anniversary of the date of this Agreement and as otherwise provided in the Plan.  The Option will immediately terminate upon your termination of employment with the Company, except that (i) if termination is because of your death or disability, the portion of the Option vested and unexercised as of such termination date (the “Vested Portion”) will remain exercisable for 12 months after termination and (ii) if termination is for any other reason, excluding cause, the Vested Portion will remain exercisable for three months after termination, although in all cases the Option will never be exercisable after the eighth anniversary of this Agreement.  Upon termination for cause, the Vested Portion terminates immediately, together with the balance of the Option.  Notwithstanding any other provision of this Agreement, the provisions regarding the termination of this Option (and the provisions regarding the termination of previously granted options) shall be subject to the terms of any separate Employment Agreement, Severance Agreement or other similar agreement entered into between you and the Company.

 

5.  Exercise .  You may exercise the Option by delivering to the Company your signed, written notice of the number of shares covered by your exercise, together with the full purchase price.  Payment may be made by certified check, bank draft, or money order payable to the order of the Company or, if permitted by the Committee that administers the Plan (the “Committee”), through delivery of shares of the Company’s Common Stock.  The Committee may require you to pay the amount needed (or to make other arrangements) to pay any withholding taxes.
